Book excerpt: In this paper, we take a critical look at the relationship between the value of capital stock in the Indian corporate sector and the valuation of claims to this capital stock in capital markets. We address the question of whether Indian equity valuations over the period 1991- 2008 are consistent with three key market fundamentals: corporate capital stock, after tax corporate cash flows and net corporate debt. Our analysis extends the neo-classical growth model to include intangible capital and key features of the tax code and uses national account statistics to estimate the equilibrium value of corporate equity relative to GDP. Our framework can provide policy makers with a benchmark to identify deviations in equity markets relative to those implied by economic fundamentals. In addition, it facilitates a quantitative assessment of policy changes such as, for example, the effect of changes in dividend taxation on stock prices. We caution the reader that although our framework is well suited to examining secular movements in the value of equity relative to GDP, it is not suitable to address high frequency price movements in the stock market. In fact, we know of no framework that can satisfactorily account for these movements in terms of the underlying fundamentals. High frequency volatility remains a puzzle. Based on our analysis, we conclude that in a large measure, Indian equity markets were fairly priced over the 1991-2008 period.

During the study period, i.e., October 2000 to September 2013, we sample the market each quarter, a total of 48 iterations, and examine the portfolio returns for holding periods up to five years. We find evidence of statistically significant value premium in the Indian stock market.

In line with Piotrosky (2000) we developed an F-score combining fundamentals pertaining to three broad areas: profitability, leverage & liquidity and efficiency to identify robust firms and weaker firms within a broad group of value stocks. We highlighted, that success of a value strategy relies on the strong performance of a few firms within the group while 'tolerating the poor performance of many deteriorating companies' within the same group. We show that high F score firms with robust fundamentals indeed earn a superior return based on absolute and market risk adjusted measures. The abnormal returns persist even after controlling for size and book to market in line with Fama French three factor model.

Book excerpt: The paper is focused on verifying the value investment approach recommended by Benjamin Graham by comparing factor the price-to-book ratio of shortlisted few sector- wise companies listed on the National Stock Exchange of India. Graham suggested that stocks with low price-to-book ratio can potentially be valuable investments as they do not carry major risk of under-performance and appreciate in the long run. The value investing approach is predominantly followed by Warren Buffett - Chairman, CEO of Berkshire Hathaway Inc., who is consistently ranked among the world's wealthiest people and considered to be one of the most successful investors in the world. This approach is used internationally for investment analysis in the stock markets but it has not been specifically examined to suit the Indian scenario. Our study shows that this approach is unreliable for making investment decisions because the stocks with low price-to-book ratio did not generate high returns. The returns were lower than the average returns of the sector and hence Graham's value investing principle is inconsistent with the Indian capital market.

It states that securities prices in financial markets must equal fundamental values, either because all investors are rational or because arbitrage eliminates pricing anomalies. This book describes an alternative approach to the study of financial markets: behavioral finance. This approach starts with an observation that the assumptions of investor rationality and perfect arbitrage are overwhelmingly contradicted by both psychological and institutional evidence. In actual financial markets, less than fully rational investors trade against arbitrageurs whose resources are limited by risk aversion, short horizons, and agency problems. The book presents and empirically evaluates models of such inefficient markets. Behavioral finance models both explain the available financial data better than does the efficient markets hypothesis and generate new empirical predictions. These models can account for such anomalies as the superior performance of value stocks, the closed end fund puzzle, the high returns on stocks included in market indices, the persistence of stock price bubbles, and even the collapse of several well-known hedge funds in 1998. By summarizing and expanding the research in behavioral finance, the book builds a new theoretical and empirical foundation for the economic analysis of real-world markets.
