Given that a party's outside option identifies counterpart's competitors, with such endogenous outside options, some of the main conclusions of the standard literature on hold-up in incomplete contracts--which generally assume exogenous outside options--might be reversed. First, according to the degree of ex-post market competition induced by the type (specific or general-purpose) of investment made, each agent might reach a monopolistic position by deterring his competitors and/or by encouraging contractual counterpart's competitors; second, even in an incomplete contract, agents may both overinvest in assets' specificity and use specific investments as a strategic discipline device in order to deter counterpart's post-contractual opportunism. The resulting complex institutional context, coined as cross competition, provides an explanation of the nature of the firm along the original intuitions of J.R. Commons and R. Coase. We suggest that firm organisation introduces appropriate forms of pre-commitment on the agents' behaviours by introducing some form of outside options' rigidity so as to transform multilateral market cross competition into a network of bilateral cross competition relationships between management and the workers, within the firm.

Merging a number of existing incomplete contracting models, I propose two approaches with very different contracting assumptions. As in transaction cost economics, a central element in those theories is the presence of a central office who directs and coordinates the actions of subordinates. More novel, I highlight the superior ability of non-integrated firms to adapt to a changing environment.

Transaction costs and bounded rationality cannot be a total explanation since states of the world are often describable, foreseeable, and yet are not mentioned in a contract. Asymmetric information theories also have limitations. We offer an explanation based on 'contracts as reference points'. Including a contingency of the form, 'The buyer will require a good in event E', has a benefit and a cost. The benefit is that if E occurs there is less to argue about; the cost is that the additional reference point provided by the outcome in E can hinder (re)negotiation in states outside E. We show that if parties agree about a reasonable division of surplus, an incomplete contract is strictly superior to a contingent contract. If parties have different views about the division of surplus, an incomplete contract can be superior if including a contingency would lead to divergent reference points.

I test this result for the first time. Because a direct test is infeasible, I derive an equivalent result: incompleteness is optimal when some terms are legally void. Using executive contracts from S&P 500 firms, I find that firms pay severance in discretionary installments to induce their executives to comply with noncompete agreements -- but only in California, where noncompetes are void. Outside California, noncompetes are valid and these same firms pay non-discretionary severance upfront. I conclude that firms use strategic ambiguity to circumvent legal constraints.
