A fundamental dilemma confronting economists interested in estimating hospital cost functions is highlighted, viz. the trade-off between flexibility in functional form and homogeneity within hospital output categories. Book excerpt: Managers use performance measurement systems to help align the interests of the firm and its agents. We argue that legislation can also provide an impetus to improve firm performance. The legislation we study, the 2006 Massachusetts Health Care Reform (the Reform), includes goals of cost containment as well as quality improvement. Yet, the Reform does not directly provide incentives for hospitals to reduce costs or improve quality. Instead, it makes publicly available hospital quality data as well as insurance costs; thus, helping patients make informed choices. We expect that hospitals with better performance in terms of quality will attract more insured patients, thus improving profitability. Accordingly, we predict that hospitals will be motivated to improve quality but not decrease costs. We study hospital costs and quality for the period spanning 2003 to 2009. To assess the impact of the Reform on costs and quality, we compare the change in Massachusetts hospital costs and quality pre- and post-Reform to changes in a New England state that provides a similar level of quality of care for the same period (namely, Connecticut). Data from acute care hospitals show that there is no evidence that Massachusetts total hospital costs or salaries of departments providing clinical services decreased following the Reform more than in our control state. However, we find that quality of care improved for several quality measures post-Reform to a greater extent in Massachusetts than in our control state.

Utilized capacity in the hospital industry, as measured by the inpatient hospital bed occupancy rate, has declined over the past 10 years and now stands at approximately 65 percent. Congress and the Administration are concerned that the costs associated with empty beds represent wasteful expense and have proposed an adjustment to Medicare payment rates which will penalize hospitals with low occupancy rates. Hospitals, on the other hand, have indicated that the costs of empty hospital beds are low and that reimbursement adjustments are unnecessary. In order to provide more current and representative estimates of the cost of an empty hospital bed we estimate the cost function model of Friedman and Pauly using data from a national sample of 5315 hospitals for the years 1963-1987. We find that empty beds account for approximately 18 percent of total costs, or $546 per admission (1987 dollars) . The estimate (in 1987 dollars) of the coat of an empty hospital bed is approximately $36,000.

Book excerpt: The Massachusetts health care system is a critical component of the state's economy. Health care is the state's top industry, the largest employer of Massachusetts residents, and accounts for over 13 percent of its $365 billion Gross State Product (GSP). The Commonwealth Fund ranks Massachusetts first in terms of access to care and seventh overall among states on its State Scorecard, which measures health system performance. Massachusetts hospitals are often cited as among the best in the nation in terms of the quality of health care services provided, scoring higher than national average on treatment of major conditions. Furthermore, Massachusetts health insurers are consistently rated among the top ten best plans in each category nationwide. At the same time, Massachusetts is grappling with escalating health care costs, which are consuming a greater portion of the economy and lowering real wage growth. Some of the cost growth is driven by system-wide challenges, such as an aging population and the greater use and availability of increasingly complex levels of medical care, much of which can be uncoordinated. To that point, Massachusetts ranks in the lowest quartile of states for avoidable hospital use and costs on the Commonwealth Fund State Scorecard. However, some challenges, such as those that stem from the structure of the health care market place, are unique to Massachusetts and must be considered when identifying strategies to mitigate health care cost growth. This report examines the factors that contribute to high health care costs in Massachusetts, including the structure of the health care system and the payment methods currently used by Massachusetts health insurers. Understanding these factors will better prepare the Commonwealth to evaluate and develop reforms that have the potential to simultaneously contain cost growth and improve quality. Data describing the Massachusetts health care system are drawn from various published sources. Data on payment methods are based on the results of a 2009 questionnaire administered for the Division of Health Care Finance and Policy, in which Massachusetts insurers documented the ways in which they pay hospitals, physicians, and intermediary organizations (medical groups, Independent Practice Associations [IPAs] and physician-hospital organizations [PHOs]).

Book excerpt: Recent years have seen enormous growth in limited network plans that restrict patient choice of provider, particularly through state exchanges under the ACA. Opposition to such plans is based on concerns that restrictions on provider choice will harm patient care. We explore this issue in the context of the Massachusetts GIC, the insurance plan for state employees, which recently introduced a major financial incentive to choose limited network plans for one group of enrollees and not another. We use a quasi-experimental analysis based on the universe of claims data over a three-year period for GIC enrollees. We find that enrollees are very price sensitive in their decision to enroll in limited network plans, with the state's three month "premium holiday" for limited network plans leading 10% of eligible employees to switch to such plans. We find that those who switched spent considerably less on medical care; spending fell by almost 40% for the marginal complier. This reflects both reductions in quantity of services used and prices paid per service. But spending on primary care actually rose for switchers; the reduction in spending came entirely from spending on specialists and on hospital care, including emergency rooms. We find that distance traveled falls for primary care and rises for tertiary care, although there is no evidence of a decrease in the quality of hospitals used by patients. The basic results hold even for the sickest patients, suggesting that limited network plans are saving money by directing care towards primary care and away from downstream spending. We find such savings only for those whose primary care physicians are included in limited network plans, however, suggesting that networks that are particularly restrictive on primary care access may fare less well than those that impose only stronger downstream restrictions.

It emphasized that a day of hospital care is a product that has been continually changing. The rising cost of hospital care is therefor not comparable to price increases for other goods and services, and should not be interpreted as evidence of inefficiency or a low rate of technical progress. Increasing demand is identified as the primary reason for the unusually rapid rate of cost increase. It is concluded that the current high cost of care does not actually correspond to the basic preferences of consumers, that it imposes a substantial direct and indirect financial burden, and that it may lead to inappropriate changes in the financing and organisation of hospital care.
