Book excerpt: Using administrative data on individual workers' employment history and firms, we investigate the cyclicality of worker flows on the German labour market. Focusing on heterogeneities on both sides of the labour market, we find that small firms hire much more workers from unemployment than large firms, and that they do so at the very beginning of an economic expansion. Later on in the expansion, overall hirings more frequently result from direct job-to-job transitions to larger firms. Transitions from unemployment to employment at large firms are generally found to be more (pro-)cyclical. However, this stylized fact disappears when the composition of the workforce is controlled for.

Book excerpt: The negative and stable relationship between an economy’s aggregate demand conditions and overall unemployment is well-documented. We show that there is a large degree of heterogeneity in the cyclical sensitivities of unemployment across worker and economy groups. First, unemployment is more than twice as sensitive to aggregate demand in advanced as in emerging market and developing economies. Second, youth’s unemployment is twice as sensitive as that of adults’. Third, women’s unemployment is significantly less sensitive to demand than men’s in advanced economies. These findings point to the highly unequal impacts of the business cycle across worker and economy groups.

Some firms hire more unemployed workers than others, making their demand for labor more important for unemployment. I differentiate jobs based on their hiring pool and estimate their wage cyclicality. The key finding is that wages in jobs hiring from unemployment are half as cyclical as wages in other jobs, for both incumbent workers and new hires. To measure the effects of this on unemployment volatility, I develop a labor search model with separation of search and heterogeneous wage rigidity and show that accounting for this heterogeneity increases the volatility of unemployment by 14%-34%.

According to the Heterogeneity Hypothesis, this compositional effect is large enough to play an important role in the persistence of aggregate unemployment because labor market frictions are different between observable demographic groups. In order to examine this effect, I build a simple model that is the extension of Krusell et.al (2012) in the sense that the model features search frictions and labor supply decisions along the extensive margin. I conduct three experiments to investigate the compositional effect on aggregate unemployment. Firstly, I assume the cyclical labor market frictions that are the same within a gender but different between genders. This may capture both the cyclicality of labor frictions for each worker and the compositional effect. I regard it as my benchmark. Secondly, I fix labor market frictions over time, but they are still different between groups, which might capture the compositional effect. Lastly, all of the individuals have the same labor market frictions, but they are cyclicality, which is regarded as the examination of the effect of the cyclicality for each worker. For each exercise, I obtain the impulse-response function of aggregate unemployment as well as that of other labor market variables. My result is that the main source of the persistence and cyclicality of aggregate unemployment is the cyclicality of labor market frictions for overall individual workers. Rather, the effect of changes in the pool of unemployed is not large enough to affect aggregate unemployment.

That being so,it can also generate large procyclical fluctuations in the vacancy-unemployment ratio. This results from two plausible explanations, namely heterogeneity in households preferences and unemployment benefits. Aggregate movements in the participation rate are also consistent with rational behavior of individual agents. In particular, heterogeneous workers cannot share perfectly their idiosyncratic risk and adopt a consumption allocation arrangement which motivates their participation in the labor market. As a result, both labor force participation and job acceptance are voluntary.

Book excerpt: This dissertation consists of three papers about unemployment dynamics. The first chapter is "Heterogeneity and unemployment dynamics", the second chapter is "The role of observed and unobserved heterogeneity in the duration of unemployment spells" and the last chapter is "Forecasting unemployment using Dynamic Model Adaptation". The first chapter develops new estimates of flows into and out of unemployment that allow for unobserved heterogeneity across workers as well as direct effects of unemployment duration on unemployment-exit probabilities. Unlike any previous paper in this literature, we develop a complete dynamic statistical model that allows us to measure the contribution of different shocks to the short-run, medium-run, and long-run variance of unemployment as well as to specific historical episodes. We find that changes in the inflows of newly unemployed are the key driver of economic recessions and identify an increase in permanent job loss as the most important factor. Then the second chapter explores the role of observed and unobserved heterogeneity in explaining both cross-sectional differences across individuals in the duration of unemployment as well as changes in the average duration of unemployment over time. Using CPS micro data I construct for each month the number of individuals who have been looking for work for 1 month, the number looking for work for 2-3 months, the number looking for 4-6 months, and so on, for people grouped according to a variety of observable characteristics. I use a dynamic accounting identity to infer from these vector-valued time series changes in inflows and outflows of different unobserved types of workers within a given observed category. I propose new strategies to explicitly quantify the contribution of unobserved heterogeneity to unemployment duration in the aggregate as well as across individuals. Unobserved heterogeneity explains about one third of the aggregate dispersion in ongoing duration spells of unemployment and 40$\%$ of the cross-sectional dispersion in completed duration spells over the 1980-2013 period. The compositional shift of unobserved types is a crucial factor raising the mean duration in progress during the Great Recession. By contrast, observed heterogeneity makes only a minor contribution to either cross-sectional or time-series variation. The last chapter proposes a new method of combining forecasts based on the recent performance of out-of-sample forecasts for forecasting the U.S. unemployment rate. At every period, a forecaster chooses a single model of which the recent out of- sample forecasts yields the smallest squared error among a given set of forecasting models to make multiple-period ahead forecasts. The proposed combination method produces more accurate forecasts than existing model averaging methods and the Greenbook forecasts.

Matching frictions help generate the lead-lag relationship between unemployment flows and the unemployment rate. Combined with heterogeneous job-matches they generate endogenous unemployment flows and an unemployment rate whose dynamic characteristics match observed data.
