Book excerpt: This paper presents empirical evidence that the massive foreign aid inflows into Ghana that accompanied the 1983 reforms had some Dutch disease effects. This finding contrasts with some of the startling findings in the recent literature that aid inflows into Ghana, instead of causing real appreciation of the cedi, caused its depreciation. Using the behavioral equilibrium real exchange rate approach, it is found that foreign aid inflows do have a significantly positive effect on the real exchange rate in the long run, but not in the short run. It is argued that this is plausible when aid increases are saved to raise foreign reserves as was the case in Ghana. In the long run, however, when all aid increases were spent, real appreciation could be expected as the theory predicts. The policy implication of this finding is that Ghanaian authorities must ensure that aid increases are spent on raising Ghana's productive capacity so that supply response will offset any negative effect of the real appreciation on economic growth.

Book excerpt: This paper uses the balance sheet analysis developed by the IMF to present empirical evidence that the well-known undesirable effects of aid surges and volatility have been avoided in Ghana through various combinations of fiscal and monetary policy responses. In fact, evidence suggests that, consistent with the overall objective of the economic reforms, these fairly coordinated policy responses were used by the authorities to achieve real depreciation, rather than the expected appreciation, of the cedi in the face of foreign capital inflows. It is then argued that with appropriate macroeconomic responses, both aid donors and receiving countries in the Sub-Saharan Africa (SSA) need not worry about the potential Dutch disease effects of foreign aid. SSA countries should therefore aim at absorbing and spending most of the aid increases. However, where foreign reserves accumulation is intended, then fiscal savings of the equivalent aid increases must be made.

In this paper, we looked at the historical background of Foreign aid, other supporting systems, and how important these have affected the continent of Africa. Clearly, the effects have been that of “Dutch disease” in nature developmental growth. This was assessed simply by developing a concise growth model with the variables Foreign Aid, ODAs etc to test the significance of aid/support on the economic growth of the continent of Africa - using Ghana as a case study. The Vector Error CorrectionModel estimation was employed to test the long and short-term effects of foreign aid on the economic growth of Ghana. Empirically, this paper projects that Real Gross Domestic Product(economic growth) is not significantly affected by Foreign Aid from donor countries in the short-run, ceteris paribus.

Book excerpt: This paper critically examines the theoretical and empirical basis of the increasingly popular claim that massive foreign aid increases to the Sub-Saharan African countries are hurting, instead of helping, them. The three basis of this pessimism are, first, that increase in foreign aid can have significant Dutch disease effects through real appreciations of the exchange rate, hence declining exports. Secondly, domestic spending of foreign aid can raise inflation and therefore hurt recipients. Thirdly, foreign aid is associated with dependency and breeds corruption, therefore, is not associated with higher economic growth. This paper critically examines the theoretical basis of these arguments and uses statistical evidence to show that this view does not hold true for Ghana. The paper argues that massive aid increases conditional on reforms are likely to help its recipients. It therefore calls on donor countries and agencies to increase, rather than reduce, their aid to reforming African countries.

Book excerpt: We use a calibrated multi-sector DSGE model to analyze the likely impact of oil windfalls on the Ghanaian economy, under alternative fiscal and monetary policy responses. We distinguish between the short-run impact, associated with demand-related pressures, and the medium run impact on competitiveness and growth. The impact on inflation and the real exchange rate could be moderate, especially if the fiscal authorities smooth oil-related spending or increase public spending’s import content. However, a policy mix that results in both a fiscal expansion and the simultaneous accumulation of the foreign currency proceeds from oil as international reserves—to offset the real appreciation—would raise demand pressures and crowd-out the private sector. In the medium term, the negative impact on competitiveness—resulting from ”Dutch Disease” effects—could be small, provided public spending increases the stock of productive public capital. These findings highlight the role of different policy responses, and their interaction, for the macroeconomic impact of oil proceeds.
