Available in PDF, EPUB and Kindle. Book excerpt: May 1996 Fifteen years of efforts to promote fiscal decentralization in China have failed to promote economic growth in China's provinces. This finding is surprising in the light of arguments that fiscal decentralization usually promotes provincial or local economic growth. Zhang and Zou use data on China to demonstrate how the allocation of fiscal revenue and expenditures between central and local governments has affected economic growth since reforms that began in the last 1970s. They find a higher degree of fiscal decentralization associated with lower provincial economic growth over the past 15 years in China. This implies that fiscal reforms begun in China in the early 1980s have probably failed to promote the country's economic growth. This result is consistently significant and robust in their empirical examinations. It is also surprising, in the light of the argument that fiscal decentralization usually contributes positively to provincial or local economic growth. This paper--a product of the Public Economics Division, Policy Research Department--is part of a larger effort in the department to study fiscal decentralization and economic growth. Yet there has been only limited analysis of the way in which decentralisation might affect variables such as welfare, output and income at the aggregate level and none at the regional level. This paper makes a contribution to redressing this lack by analysing the aggregate and regional effects of various policies which aim to change the balance between fiscal activities of the national and regional governments. We do this within a small theoretical model designed to capture some of the features of the Chinese economy. The model is solved numerically based on a parameterisation using Chinese data. We analyse four different simulations, all of which involve a cut in central government expenditure and a transfer of resources to the regional governments. The policies which we simulate differ according to the assumed reaction of the regional governments: (1) they adjust expenditure on the consumption good, (2) they adjust infrastructure expenditure, (3) they maximise the welfare of the representative citizen, and (4) they maximise the size of their own budget. We find that the aggregate economic effects of decentralisation depend on the precise nature of the policy and that aggregate benefits may often mask a deterioration in the inter-regional distribution of those benefits.

It demonstrates how in China many of the recent reforms to the public sector, such as decentralisation from central to local government, especially fiscal decentralisation; the reduction in public services provided by the state; the increasing practice of local government of charging fees for basic services which were previously free; de-collectivisation of the rural commune system and market sector experimentation in Economic Processing Zones have made many households extremely vulnerable to poverty. Having to find funds to pay for health and education leaves the households exposed should macro-economic fluctuations related to factors – such as trade, resource imports, and financial volatility – have an adverse impact on the Chinese economy overall. The book argues that to become less vulnerable to macroeconomic shocks China would need to shift from an export-oriented development strategy to a domestic consumer-demand driven development strategy, and this would need to be supported by public sector reforms: strengthening of public service provisions in the health and the education sectors as well as expanding social security programs. The book discusses these problems, relates them to the economic literature and outlines the likely consequences.

I find that there are different impacts of overall fiscal inequality on economic growth pre-and post-1994. Second, I show that fiscal decentralization could improve regional growth in China. Finally, this paper finds that the use of extra-budgetary funds could reduce the economic growth gap between rich and poor provinces.

Distorted economic and political incentive structures, capture of the state by powerful élites and inoperative legal systems are factors that have greatly complicated the political economy of reform in these three large countries with heterogeneous populations. The papers analyze the effects of different revenue-sharing mechanisms between different levels of government, in particular the effects on regional growth and inequality and the incentives that local politicians may have to provide public goods depending on fiscal arrangements with the central government. In adapting their governance structures, all three countries have been striving for increased decentralization. But the theoretical literature suggests that, in a decentralized setting, second-best solutions must prevail: it is not possible to ensure incentive compatibility simultaneously with optimal allocation of resources and a balanced budget in providing public goods. Part II discusses taxation and public expenditure management both as a political and as a budgetary process. Two questions which the papers address are: Does participation of stakeholders and accountability of public authorities improve economic and social outcomes? Does better governance in the provision of basic goods such as health care and education improve equity? While decentralization is often seen as a way to improve the quality of public services, rule-based governance is viewed as a safeguard against the arbitrariness of public officials and weaknesses in law enforcement. The five papers in Part III focus on the rule of law; the role of the judicial system in establishing a rule-based economy; and the effectiveness of legal institutions during the transition from socialism to a market economy. They present overviews of current legal reform issues in the three countries and discuss various conceptual approaches to addressing legal reform issues.
