Book excerpt: This paper builds on the idea that economic reforms in China were designed to attract foreign direct investment (FDI), while the opposite happened in India. We empirically examine how these different reform approaches affect foreign-invested enterprises' (FIE) and domestic firms' perceptions about the host country's business environment. Using World Bank survey data, we find that FIEs in India perceive more obstacles to business operations and development relative to domestic firms, especially on issues related to government regulations and legal institutions. On the contrary, FIEs in China find government officials more helpful in promoting business development and perceive legal and financial constraints similar to their domestic counterparts. These differences in perceptions between firm ownership types are consistent with the underlying diverging approaches of FDI policies adopted by the two largest developing nations.

FDI has contributed to higher investment and productivity growth, and has created jobs and a dynamic export sector. China's success, however, did not come without some pitfalls: an increasingly complex tax incentive system and growing regional income disparities. Accession to the WTO should broaden China's "opening up" policies and continue FDI's contributions to China's economy in the future.

Book excerpt: Yu Zheng challenges the idea that democracy is the prerequisite for developing countries to attract foreign direct investment (FDI) and promote economic growth. He examines the relationship between political institutions and FDI through the use of cross-national analysis and case studies of three rapidly growing Asian economies with a focus on the role of microinstitutional “special economic zones” (SEZ). China’s authoritarian system allows for bold, radical economic reform, but China has attracted FDI largely because of its increasingly credible investment environment as well as its central and local governments’ efforts to overcome constraints on investment. India’s democratic institutions provide more political assurance to foreign investors, but its market became conducive to FDI only when the government adopted more flexible investment policies. Taiwan’s democratic transition shifted its balance of policy credibility and flexibility, which was essential for the nation’s economic takeoff and sustained growth. Zheng concludes that a more accurate understanding of the relationship between political institutions and FDI comes from careful analysis of institutional arrangements that entail a trade-off between credibility and flexibility of governance.

This study compares China's FDI performance with a number of other Asian countries and focuses on the policy and institutional factors that lead to a large demand for FDI in China. The policy and institutional factors include import substitution, excess investment demand and features of China's FDI regulatory system. The study shows that there are costs associated with such a high demand for FDI, including overbidding for FDI and the associated loss of Chinese bargaining power, large import demand, and the structure of the FDI at variance with Chinese official policies. This study also briefly discusses the foreign economic policy implications of China's FDI absorption and suggests some future research possibilities.

The level and growth of the flows though have been much higher for China than India. This phenomenon have given rise to a huge literature exploring the reasons for such divergence. Data shows that the matters have compounded after the global financial crisis. During the crisis year the gap was almost eliminated. Interestingly, after the crisis year the flows diverged sharply with increase for China and slow down for India. This was even when China was more affected initially by the crisis than India. The paper thus takes a fresh look at the factors responsible for the divergence in FDI inflows to the two countries especially after the Global Financial Crisis. Simple correlations between probable determinants and FDI flows for both the countries have been used to understand the causes of the divergence and their implications.

Book excerpt: Some emerging markets have been leaders in the world and have grown at a higher rate benefiting from higher Foreign Direct Investments (FDI) by Trans National Corporations (TNCs) and some have been laggards and have not able to attract as much FDI and grow that efficiently. Why China gets 60 billion dollars FDI annually as compared to India which does not even get 6 billion dollars, is an intriguing question? This dissertation explores the determinants of FDI in such emerging economies to answer the above question. What has India done till now to attract FDI? What has been China s strategy to become the most FDI attracting country in the world? What lessons India can learn from China and improve its FDI inflow? The study attempts to theorize what lessons emerging markets that are laggards in attracting FDI, such as India, can learn from leader countries in attracting FDI, such as China in the global economy. This study fills the gap in the literature by analyzing the Indian data at the relevant micro state level for the period 1992-2005 and comparing it with the Chinese data for period of 1978-2005 at the economic zone level. Indian FDI attraction model was tested using OLS and autoregressive models and it was found that India has grown due to its human capital, size of the market, rate of growth of the market, and political stability. For China, congenial business climate factors comprising of making structural changes, creating strategic infrastructure at SEZs, and taking strategic policy initiatives of providing economic freedom, opening up its economy, attracting diaspora, and creating flexible labor laws were identified as drivers for attracting FDI and the model using these variables was tested with OLS regression and autoregressive regression analysis and were found significant. This study might help countries such as PIN (Pakistan, Indonesia, and Nigeria) which, will follow the BRIC economies in growth, want to grow, to broaden their understanding and formulate policies to attract FDI. At the enterprise level, it might help TNCs in understanding markets and formulating entry and growth strategies in these markets.
