Unfortunately, the increased concern has not led to an increase in clear thinking. Confusion is widespread about the reasons for the swelling of the external deficit. Is increased foreign protectionism a significant cause? Are structural changes in the U.S. or foreign economies a cause? And uncertainty is rife about the prospects for the future. Is the external deficit bound to increase, or will it eventually be eliminated by the depreciation of the dollar that began in the spring of 1985? Will the dollar have to depreciate further? What policy actions, if any, should the United States and foreign governments take to deal with the situation? External Deficits and the Dollar, containing papers and research materials generated for a Brookings workshop held early in 1987, provides cogent answers to all these questions. The papers both explain the recent history and shed light on policy options for dealing with the deficit and the dollar in the future. Contributos are William L. Helkie and Peter Hooper, Ralph C. Bryant and Gerald Holtham, and Paul R. Krugman. As background for the papers, and as a major contribution in itself, the volume also reports the results of historical tracking experiments and forward-looking simulations carried out on a uniform basis using leading econometric models. A sharp decline in the value of the dollar against major foreign cur rencies began in March 1985 and continued through December 1987. Despite this decline, the U.S. trade deficit experienced considerable growth during this time. Many consider the simultaneous occurrence of these two events over so long a period to be a problem requiring a policy response. The conference addresses this issue. Various papers discuss the cause of the trade deficit, the reason for its size and persistence, its relation ship with other macroeconomic variables, its impact on other industrialized countries, and various policy proposals aimed at reducing the deficit. Session I Peter Hooper and Catherine L. Mann provide an analytical setting for the conference with their "The U.S. External Deficit: Its Causes and Persistence." Their observation that the unprecedentedly large U. S. trade imbalance is striking in both its size and its persistence could well be the subtitle of each of the papers presented. Book excerpt: In the absence of U.S. fiscal adjustment and a further correction of the dollar, the current account deficit is headed to $1.3 trillion by 2010 (8 to 8.5 percent of GDP) and net U.S. foreign liabilities to over $8 trillion (50 percent of GDP). According to CGD/IIE Senior Fellow William R. Cline, the rising trade deficit and associated borrowing from abroad are now financing a decline in personal saving and a rise in the government deficit. This imbalance will increasingly put the US economy - and developing countries - at risk. This working paper focuses on the impact the U.S. external deficit and a possible hard landing for the U.S. and world economies will have on developing countries. The author finds that these countries are at risk since they have relied heavily on a continuing expansion of trade surpluses with the United States as a source of demand. Developing countries with high borrowing abroad are also doubly sensitive to a spike in world interest rates - once directly, once indirectly through higher risk spreads - that might be associated with a hard landing. To avoid a disruptive hard landing, the paper urges a gradual adjustment process. Specifically, Cline urges the Group of 20 major industrial and developing nations to take the lead in coordinating a program of global exchange rate realignments that can foster U.S. external adjustment, in a Plaza II initiative. The recommendations include a credible commitment by the US to eliminate its fiscal deficit over four or five years, a halt in intervention in exchange rate markets by countries likely to avoid appreciation of their currencies, and coordination by individual country central banks to appreciate their currencies against the dollar. These actions would begin a process of guiding the dollar downwards, towards a goal of a real depreciation of about 20 percent for the dollar from its current level.
