Book excerpt: Purchases under the compensatory financing facility, the IMF’s largest special facility, accounted for more than one quarter of total credit extended by the IMF over the period 1976 to 1985. Given the size of these operations, it is of some interest to determine to what extent the facility served its intended purpose—the stabilization of foreign exchange earnings of member countries experiencing temporary export shortfalls. This paper develops a methodology for evaluating the CFF’s stabilizing role and provides some quantitative evidence of its effectiveness. This evidence is then used to obtain an indication of the facility’s role in stabilizing the demand for international reserves and its contribution to net welfare gain. The results suggest that the facility has been important in stabilizing members’ earnings, and that the net benefits derived by them can be regarded as substantial.

Book excerpt: When this work was first published in 1966, there was much interest in various types of commodity agreements and compensatory financing as methods of reducing the effects of export fluctuations on the economies of developing countries. The book concluded that short term fluctuations in export earnings, though perhaps important for some countries, did not appear to be the general problem that had been assumed. If correct, it would suggest that any measures should be carefully designed to fit the situations of countries that were affected and be subjected to cost-benefit analysis. This led to many published and unpublished studies on the issues: some supported, others contradicted the book’s conclusions. The data available now are vastly greater and probably more accurate than pre-1966. However, the work and the issues it raised remain important because most schemes proposed to reduce export instability would be costly and likely to divert resources from uses more obviously aimed at raising economic development in most developing countries.

The paper discusses the nature of the fluctuations affecting the balance of payments of primary exporting countries, the IMF's policies and practices in relation to the financing of such fluctuations. Throughout the study, the term “compensatory financing” is used in a broad sense to include movements in a country's own official reserves as well as any international borrowing or any other international. While the IMF has shown its readiness to assist its members in meeting short-term payments difficulties arising from external causes, including commodity fluctuations, it cannot be said that the greater part of its transactions with primary producing countries have been of this character. The volume of new transactions with such countries has been as high in years of high commodity prices and high export proceeds as in years of low prices and low proceeds. The IMF resources have recently been enlarged by means of a general increase in quotas.
