Book excerpt: Does the financial system foster economic growth, or does it just follow the path of the real economy? Theoretical literature suggests that functioning capital markets can foster economic growth in many ways, by easing mobilization of savings, evaluating projects, exerting corporate control and diversifying risks among investors. Yet, sometimes it is difficult to reconcile the empirical evidence with the theoretical predictions. Among the developing countries, China seems to represent an important counterexample to the findings of the finance-growth literature. Despite the rapid economic development in the last three decades, the financial sector remains relatively underdeveloped, inefficient and dominated by the banking system. This paper examines the finance-growth nexus in China over the period 1991-2009 within a multivariate vector autoregressive (VAR) framework. A Granger causality test is applied by using the cointegration and vector error-correction methodology. The empirical results find that in the short term is rather the economic growth that explains the financial development. While in the long run there is a positive causal relationship running from the financial sector toward the real economy.
