Book excerpt: Capital Budgeting and Divisional Performance Measurement synthesizes recent work on the use of capital budgeting mechanisms to coordinate decentralized investment decisions in multi-division firms with a focus on two-stage investment problems. Divisional managers often have private information about investment profitability that evolves over time and divisional investments can create positive or negative externalities for other divisions at individual investment stages. The authors show that in these circumstances, formal capital budgeting mechanisms that allocate investment costs to divisions via capital charge rates, depreciation schedules, and inter-divisional cost-sharing rules, can yield divisional performance measures that provide proper two-stage investment incentives. Several recurring themes arise in our analysis. First, positive and negative externalities that arise from divisional investment decisions can cause optimal capital charge rates to deviate substantially from the firm's cost of capital. Second, the optimal inter-divisional cost-sharing rules for shared investments can be approximated by simple rules frequently observed in practice, such as equal cost-sharing or sharing proportional to divisional performance, under sometimes counter-intuitive circumstances. Third, agency costs can change the divisions' investment decisions beyond the standard underinvestment rationing result in two-stage investment problems and can impact the first and second-stage cost charges quite differently. Finally, the analysis shows very broadly that the key components of a two-stage optimal budgeting mechanism, including capital charge rates and inter-divisional cost-sharing rules, can vary significantly across the two investment stages, even when the investment decisions appear to be similar at each stage.

Book excerpt: Seminar paper from the year 2003 in the subject Business economics - Controlling, grade: 1,3 (A), European University Viadrina Frankfurt (Oder) (Economics), course: Seminar: Budgeting and Performance Measurement, language: English, abstract: This paper will evaluate the Discounted-Cash-Flow-Method (DCF) as a certain value based performance measurement system (VBPMS). Therefore criteria of evaluating performance measurement systems (PMS) in generally will be created (Chapter 2). This strategy will guarantee the fundamental comparability of the derived features of the DCF with these of other PMS (including non-VBPMS, too). Chapter 3 will emphasize a fundamental feature of VBPMS, the shareholder orientation. After a detailed investigation of the DCF in chapter 4, its criteria will be evaluated in chapter 5. Finally a quintessence closes this paper (chapter 6). 2 Criteria for evaluating performance measurement systems In this chapter criteria of value based performance measurement systems will be developed. Therefore the sense of performance in connection with enterprises will be explained, at first. Finally, the term “performance measurement system” (PMS) will be defined in order to point out there criteria. 2.1 The performance of an enterprise Performance of an enterprise stands for its achievement, its power or its output 1 . To describe this term exactly, it is important to get an impression of the objectives of an enterprise (see Figure 7.1).The objectives of an enterprise are derived from its mission 2 . The mission of a company stresses its basic function in society. Qualitative aims, called goals, are derived from the mission. If they are expressed in a way that can be measured, they are called objectives. Shareholder wealth maximisation is the traditional objective of firms 3 . In general, “any group or individual who can affect or is affected by the achievement of the organization’s objectives” 4 (Stakeholder) can influence its mission and therefore its objectives. And some of them do so, as one can realise for example by investigating the success of the Balanced Score Card 5 as a performance measurement instrument that emphasises the objectives of several stakeholders 6 . Obviously, not every Stakeholder can by considered. Only the interests of a few key-stakeholders will be regarded by the target system of a firm. Shareholders are one of the considered key-stakeholders because of their influence on the process of creating the mission (consider the rights of co determination of the general business meeting and the supervisory board 7 at share companies; the influence of the shareholders on partnerships is trivial).

Book excerpt: First published in 1996. The relationship between the present discounted value of future cash flows and discounted excess earnings should be viewed as a mathematical property of a double-entry book[1]keeping system based on clean surplus. The purpose of this anthology is to facilitate future research by highlighting these historical developments and by showing how more recent theoretical and empirical research fits into the earlier history. The book is divided into four sections: historical overview; analytical properties of clean surplus; the theory of the clean surplus equation; and empirical implications.

Available in PDF, EPUB and Kindle. Book excerpt: Written by authors of established texts in this area, this book is a companion volume to the classic The Capital Budgeting Decision. Exploring this key topic in corporate finance the authors examine the complexities of capital budgeting as well as the opportunities to improve the decision process where risk and time are important elements. Containing ‘Global Aspects’ sections that cover cross-border decision-making, this book also emphasizes the application of capital budgeting techniques to a variety of issues, including the hugely significant ‘buy versus lease’ decision that cost corporations billions each year. It gives in-depth coverage to: real options - the value of a project must take into consideration the flexibility that it provides management, acknowledging the option of making decisions in the future when more information is available decomposing cash flows - a project consists of many series of cash flows and each series deserves its own specific risk-adjusted discount rate. Decomposing the cash flows of an investment highlights the fact that while managers are generally aware that divisions and projects have different risks, too often they neglect the fact that the cash flow components may also have different risks, with severe consequences on the quality of the decision-making. Designed to assist those making business decisions at all levels, this volume is essential reading for all those working in or studying capital budgeting.
