Book excerpt: Investment banks and issuers of Chinese domestic IPOs became fully responsible for IPO offer prices only on June 10, 2009. Before this regulatory reform, the optimistic bias in post-IPO earnings forecasts is highly comparable across affiliated and unaffiliated analysts. Afterward, the forecasts of affiliated analysts are 33 percentage points more positively distorted on average. In the first 90 days after an IPO, this relative forecast bias even increases to 63 percentage points and enlarges further when the issuer's stock price drops in the aftermarket. Affiliated analysts distort especially their forecasts for fiscal years further away from the forecast release date.

This study shows that analysts' earnings forecasts have greater optimistic bias for issuers than for non-issuers during the five year period. Moreover, the incremental optimistic bias is greater for small issuers. This result is consistent with the Loughran and Ritter (1995) conjecture that one of the reasons for the long-run underperformance of issuers' stocks is optimistic bias in the market's expectations of these firms' earnings.

Book excerpt: In this study, we examine whether government regulatory initiatives in China involving IPO by SOEs may have contributed to opportunistic behaviors by the issuer. We focus on two sets of IPO regulations issued between January 1, 1996 and February 11, 1999: pricing regulations, which stipulate that IPO prices be a function of accounting performance, and penalty regulations, which penalize IPO firms for overly optimistic forecasts. We find that IPO firms that report better pricing-period accounting performance have larger declines in post-IPO profitability, lower first-day stock returns and worse long-run post-IPO stock performance. Furthermore, IPO firms that make overoptimistic forecasts also have lower first-day returns and worse post-IPO stock performance. Using non-core earnings as the proxy for earnings management, we document some evidence that IPO firms that report higher pricing-period accounting performance have engaged in more income-increasing earnings management. Hence, pricing regulations may have induced IPO firms to inflate pricing-period earnings and affect the post-IPO performance negatively. On the other hand, penalty regulations have deterred IPO firms from making overoptimistic earnings forecast and therefore have a positive impact on the behavior of IPO firms.

Analysts are expected to achieve a mean-zero forecast error. According to previous empirical studies, we find that analysts' earnings forecasts for firms going public have an upward bias. While this bias is larger for high-PER stocks over the first year following IPOs, it strongly increases for low-PER and medium-PER during the two-year period. Accordingly, we show that long-run abnormal return is positively correlated to the actual earnings changes and earnings forecasts revisions. Underperformance appears to be the result of stock price adjustment to the arrival of new information about the true earnings perspectives.

The study underlines additional problems when it comes to valuing IPOs and private equity: Both are sensitive to the timing of the offer, suffer from information asymmetry, and are more subject to behavioral elements than is the case for shares of listed firms. In the case of IPOs in particular, the authors discuss how communication strategies and media hype play an important role in the IPO valuation/pricing process.
