Similar results are proved with respect to the true risk neutral density's higher order derivatives. These results show how large errors we can make when extracting RNDs from option prices.

One potential obstacle in such applications is the requirement of European option prices in the estimation of these moments. In this paper, we develop a simple, accurate method for extracting risk-neutral density and its moments from American option prices. A key advantage of our approach is that a single implied binomial tree is constructed to fit all American option prices, utilizing the full information set in the entire options market. Since American options are more commonly traded than European options, our methodology expands the scope of research on option-implied density and moments to a much wider class of underlying assets (e.g., equity and futures options).

Book excerpt: The market's risk neutral probability distribution for the value of an asset on a future date can be extracted from the prices of a set of options that mature on that date, but two key technical problems arise. In order to obtain a full well-behaved density, the option market prices must be smoothed and interpolated, and some way must be found to complete the tails beyond the range spanned by the available options. This paper develops an approach that solves both problems, with a combination of smoothing techniques from the literature modified to take account of the market's bid-ask spread, and a new method of completing the density with tails drawn from a Generalized Extreme Value distribution. We extract twelve years of daily risk neutral densities from Samp;P 500 index options and find that they are quite different from the lognormal densities assumed in the Black-Scholes framework, and that their shapes change in a regular way as the underlying index moves. Our approach is quite general and has the potential to reveal valuable insights about how information and risk preferences are incorporated into prices in many financial markets.

Book excerpt: Under Black-Scholes (BS) assumptions, empirical volatility and risk neutral volatility are given by a single parameter, which captures all aspects of risk. Inverting the model to extract implied volatility from an option's market price gives the market's forecast of future empirical volatility. But real world returns are not lognormal, volatility is stochastic, and arbitrage is limited, so option prices embed both the market's estimate of the empirical returns distribution and also investors' risk attitudes, including possibly distinct preferences over different volatility-related aspects of the returns process, such as tail risk. All of these influences are reflected in the risk neutral density (RND), which can be extracted from option prices without requiring restrictive assumptions from a pricing model.We compute daily RNDs for the S&P 500 index over 15 years and find that risk neutral volatility is strongly influenced both by investors' projections of future realized volatility and also by the risk neutralization process. Several significant variables are connected in different ways to realized volatility, such as the daily trading range and tail risk; others reflect risk attitudes, such as the level of investor confidence and the size of recent volatility forecast errors.

It also provides an exact formula for retrieving the expected quadratic variation of the stock market implied by European option prices, which nowadays is used as an estimate of the implied volatility, and a formula approximating the jump component of this measure of variation. To implement the above formulas to discrete sets of option prices, the paper suggests a numerical procedure and provides upper bounds of its approximation errors. The performance of this procedure is evaluated through a simulation and an empirical exercise. Both of these exercises clearly indicate that the suggested numerical procedure can provide accurate estimates of the risk neutral moments, over different horizons ahead. These can be in turn employed to obtain accurate estimates of risk neutral densities and calculate option prices, efficiently, in a model-free manner. The paper also shows that, in contrast to the prevailing view, ignoring the jump component of the underlying asset can lead to seriously biased estimates of the new volatility index suggested by the Chicago Board Options Exchange (CBOE).

Typically, when the underlying asset dynamics is not specified, the martingale probability measure is unknown. Given a consensus on the actual distribution of the underlying price at maturity, we derive an upper bound on the call option price by putting two kind of restrictions on the pricing probability measure.First, we put a restriction on the second risk-neutral moment of the underlying asset terminal value. Second, from equilibrium pricing arguments one can put a monotonicity restriction on the Radon-Nikodym density of the pricing probability with respect to the true probability measure. This density is restricted to be a nonincreasing function of the underlying price at maturity. The bound appears then as the solution of a constrained optimization problem and we adopt a duality approach to solve it.We obtain a weak sufficient condition for strong duality and existence for the dual problem to hold, for options defined by general payoff functions. Explicit bounds are provided for the call option. Finally, we provide a numerical example.

Book excerpt: This paper proposes a novel nonparametric method to recover the implied risk-neutral density (RND) from option prices. The main advantages of this method are that it 1) is almost completely agnostic about the true underlying process, 2) controls against overfitting while allowing for small samples, 3) always results in sensible arbitrage-free distributions, 4) estimates the RND over the observable range of strikes only, without involving any extrapolation of density in the tails, 5) is computationally very simple, and 6) can be used to estimate multivariate RNDs. In an empirical application, the new method is implemented on the Samp;P Index options data over the period from 1991 to 1995. To characterize shapes of the Index's RNDs the paper uses the percentile moments which overcome unobservability of the tails of a distribution. The implied RNDs exhibit persistent negative skewness and excessive peakedness. The departures from lognormality become more pronounced as option maturity increases. Day-to-day variation of the RNDs is found to be related to the recent performance of the Index. In particular, on trading days when the Index declines the implied RNDs are more skewed and peaked than when the Index advances. Finally, the implied probabilities of extreme outcomes are also estimated.
