As such it is one of the most critical inputs needed for cost-benefit analysis. This paper presents estimates of the social discount rates for nine Latin American countries. It is argued that if the recent track record in terms of growth in the region is indicative of future performance, estimates of the social discount rate would be in the 3-4 percent range. However, to the extent that the region improves on its past performance, the social discount rate to be used in the evaluation of projects would increase to the 5-7 percent range. The paper also argues that if the social planner gives a similar chance to the low and high growth scenario, the discount rate should be dependent on the horizon of the project, declining from 4.4 percent for a 25-year horizon to less than 4 percent for a 100-year horizon.

Book excerpt: This Selected Issues paper examines several real sector issues, including estimates of potential output, the effect of Intel’s withdrawal on gross domestic product (GDP), labor market and inequality and electricity prices in Costa Rica. The production function approach shows that the main drivers of fluctuations in GDP growth are total factor productivity (TFP) and labor supply. These results on TFP, however, should be interpreted with caution. The TFP measure is a residual—the difference between output growth and the growth in the quantity (and quality) of inputs. Estimates suggest that potential GDP growth is about 4.3 percent, the output gap is broadly closed, and Intel’s withdrawal will lower real GDP growth in about 1/2 percentage point. Significant wage premia are identified across public versus private sectors and some evidence of intergenerational inequality is also presented. Electricity tariffs are found to be regionally competitive albeit with inefficiencies in their determination.

An overview of the social discount rates applied in several countries worldwide is provided and country-specific social discount rates for some EU Member States are empirically estimated using the social rate of time preference approach.

The approach yields a discount rate in the order of 7 percent per annum for the United States using national income accounts data, with no evidence of any secular decline in the rate over the past half century. Using a lower discount rate equal to the social rate of time preference requires either (1) abandoning a basic tenet of benefit-cost analysis that worthy projects must improve allocative efficiency, or (2) assuming that the government must balance the budget each period (no debt financing at the margin), debt reduction is not an option, and the marginal tax instrument is a nondistortionary tax that impacts only consumption. Neither option seems reasonable.

These bounding cases arise when future benefits accrue to consumers in either a two-period model or as a perpetuity. We generalize to consider benefits paid in any future period. We find that the appropriate discount rate converges to the consumption rate for benefits in the distant future. More generally, the range of rates depends on the temporal pattern. Applied to CO2 damages, we estimate the appropriate discount rates of between 2.6 and 3.4 percent.
