The stochastic volatility model also prices options on the underlying stock more accurately than the traditional Black-Scholes formula. This result holds for both historic and implied volatility. A large part of the volatility smile that is observed for options of different maturity and exercise prices is thereby explained.

One of its core assumptions is that the volatility of the underlying asset is constant. It was realised early that one has to specify a dynamic on the volatility itself to get closer to market behaviour. There are mainly two aspects making this fact apparent. Considering historical evolution of volatility by analysing time series data one observes erratic behaviour over time. Secondly, backing out implied volatility from daily traded plain vanilla options, the volatility changes with strike. The most common realisations of this phenomenon are the implied volatility smile or skew. The natural question arises how to extend the Black-Scholes model appropriately. Within this book the concept of stochastic volatility is analysed and discussed with special regard to the numerical problems occurring either in calibrating the model to the market implied volatility surface or in the numerical simulation of the two-dimensional system of stochastic differential equations required to price non-vanilla financial derivatives. We introduce a new stochastic volatility model, the so-called Hyp-Hyp model, and use Watanabe's calculus to find an analytical approximation to the model implied volatility. Further, the class of affine diffusion models, such as Heston, is analysed in view of using the characteristic function and Fourier inversion techniques to value European derivatives.

However, already Merton mentioned in his seminal 1973 pa per, that it could have been developed by using Fourier transforms as well. Indeed, as is well known nowadays, Fourier transforms are a rather convenient solution technique for many models involving the fundamental partial differential equation of financial economics. It took the community nearly another twenty years to recognize that Fourier transform is even more useful, if one applies it to problems in financial economics without seeking an explicit analytical inverse trans form. Heston (1993) probably was the first to demonstrate how to solve a stochastic volatility option pricing model quasi analytically using the characteristic function of the problem, which is nothing else than the Fourier transform of the underlying Arrow /Debreu-prices, and doing the inverse transformation numerically. This opened the door for a whole bunch of new closed form solutions in the transformed Fourier space and still is one of the most active research areas in financial economics.

This method is a very useful tool for handling non-markovian volatility models. With this method, we get the order of the approximation error by evaluating the orders of three error correction terms. We also summarize some challenges in using the martingale approach method to evaluate the derivative prices. We propose two stochastic volatility models. Our goal is to get the analytical solution for the derivative prices implied by the models. Another goal is to obtain an explicit model for the implied volatility and in particular how it depends on time to maturity. The first model we propose involves the increments of a standard Brownian Motion for a short time increment. The second model involves fractional Brownian Motion(fBm) and two scales. By using fBm in our model, we naturally incorporate a long-range dependence feature of the volatility process. In addition, the implied volatility corresponding to our second model capture a feature of the volatility as observed in the paper Maturity cycles in implied volatility by Fouque, which analyzed the S & P 500 option price data and observed that for long dated options the implied volatility is approximately affine in the reciprocal of time to maturity, while for short dated options the implied volatility is approximately affine in the reciprocal of square root of time to maturity. The leading term in the implied volatility also matches the case when we have time-dependent volatility in the Black-Scholes equation.

A new option pricing model is proposed which assumes that stock price follows a diffusion process with square-root stochastic volatility. These assumptions better reflect the randomness and the jumps that are readily apparent when the historical volatility data of any risky asset is graphed. The European option price is modeled by a homogeneous linear second-order partial differential equation with variable coefficients. The case of underlying assets that pay continuous dividends is considered and implemented in the model, which gives the capability of extending the results to American options. An American option price model is derived and given by a non-homogeneous linear second order partial integro-differential equation. Using Fourier and Laplace transforms an exact closed-form solution for the price formula for European call/put options is obtained.

However, due to the complex structures of the long memory processes, the analytical formulas for option prices are not available yet. In this book, we propose two fractional continuous time stochastic volatility models which are built on the popular short memory stochastic volatility models. Using the tools from stochastic calculus, fractional calculus and Fourier transform, we derive the (approximate) analytical solutions for option prices. We also numerically study the effects of long memory on option prices. We show that the fractional integration parameter has the opposite effect to that of volatility of volatility parameter. We also find that long memory models can accommodate the short term options and the decay of volatility skew better than the corresponding short memory models. These findings would appeal to the researchers and practitioners in the areas of quantitative finance.

Book excerpt: Stochastic volatility models on option pricing have received much study following the discovery of the non-at implied surface following the crash of the stock markets in 1987. The most widely used stochastic volatility model is introduced by Heston (1993) because of its ability to generate volatility satisfying the market observations, being non-negative and mean-reverting, and also providing a closed-form solution for the European options. However, little research has been done on Heston model used to price early-exercise options. This presumably is largely due to the absence of a closed-form solution and the increase in computational requirement that complicates the required calibration exercise. This thesis examines the performance of the Heston model versus the Black-Scholes model for the American Style equity option of Microsoft and the index option of S&P 100 index. We employ a finite difference method combined with a Projected Successive Over-relaxation method for pricing an American put option under the Black-Scholes model, while an Alternating Direction Implicit method is utilized to decompose a multi-dimensional partial differential equation into several one dimensional steps under the Heston model. For the calibration of the Heston model, we apply a two step procedure where in the first step we apply an indirect inference method to historical stock prices to estimate diffusion parameters under a probability measure and then use a least squares method to estimate the instantaneous volatility and the market risk premium which are used to switch from working under the probability measure to working under the risk-neutral measure. We find that option price is positively related with the value of the mean reverting speed and the long-term variance. It is not sensitive to the market price of risk and it is negatively related with the risk free rate and the volatility of volatility. By comparing the European put option and the American put option under the Heston model, we observe that their implied volatility generally follow similar patterns. However, there are still some interesting observations that can be made from the comparison of the two put options. First, for the out-of-the-money category, the American and European options have rather comparable implied volatilities with the American options' implied volatility being slightly bigger than the European options. While for the in-the-money category, the implied volatility of the European options is notably higher than the American options and its value exceeds the implied volatility of the American options. We also assess the performance of the Heston model by comparing its result with the result from the Black-Scholes model. We observe that overall the Heston model performs better than the Black-Scholes model. In particular, the Heston model has tendency of underpricing the in-the-money option and overpricing the out-of-the-money option. Whereas, the Black-Scholes model is inclined to underprice both the in-the-money option and the out-of-the-money option.b.

A singular pertubative expansion is then used to obtain an approximation for European option prices. The resulting pricing formulas are semi-analytic, in the sense that they can be expressed as integrals. Difficulties associated with the numerical evaluation of these integrals are discussed, and techniques for avoiding these difficulties are provided. Overall, it is shown that computational complexity for our model is comparable to the case of a pure Heston model, but our correction brings significant flexibility in terms of fitting to the implied volatility surface. This is illustrated numerically and with option data.
