Book excerpt: After years of intense debate, global climate change has finally been acknowledged as a serious threat to global biological, political and economic systems. There is overwhelming evidence that the atmospheric warming observed over the course of the past 50 years, as well as the increasing incidence of extreme weather events and floods, is being caused by the acceleration of the rate in which greenhouse gases (GHGs) produced by the burning of fossil fuels are being released into the atmosphere. The extreme weather and weather-related events associated with climate change, such as landslides and flooding, totaled roughly $40 billion in the 1990s. It is not surprising, then, that the governments of many developed and developing nations, as well as intergovernmental bodies like the United Nations and the World Bank, have adopted a variety of measures to reduce GHG emissions and mitigate the potential impacts of climatic change. The government of Slovakia sold credits for 200,000 metric tons of carbon dioxide equivalents to a Japanese trading house at an undisclosed price on December 6, 2002, making history by signing the first deal to be officially credited within the international Kyoto Protocol, a global agreement to reduce the GHG emissions of participating countries seven percent relative to their 1990 levels by 2010. Nor is it surprising that environmental interest groups and active citizens in the United States and elsewhere are pressing their elected leaders to pass stricter regulations on the emission of GHGs. What is somewhat baffling, though, is the number of privately owned companies that have taken it upon themselves to voluntarily reduce GHG emissions as a way to address climate change in recent years. Dozens of companies are voluntarily participating in the design and implementation of GHG emission reductions programs. For example, the International Emissions Trading Association (IETA) lists 47 international members including Gaz de France, British Petroleum, Shell International Limited, Norsk Hydro and Unocal. Private for-profit groups like the Chicago Climate Exchange (CCX), a pilot emissions reduction credit (ERC) trading program, and C02e.com, Cantor Fitzgerald's online emission trading market, are forming partnerships with private companies to devise strategies for reducing emissions in the quickest and most cost-effective manner. Government programs like the Greenhouse Gas Emissions Reduction Trading Pilot (GERT) in Canada and other programs in France and the United Kingdom are forming similar partnerships. Nonprofit environmental groups like Environmental Defense and the World Wildlife Fund have their own, similar pilot projects. Most of these voluntary programs are centered around emissions trading, a policy tool commonly utilized for its cost effectiveness and ability to yield abatement results.

Book excerpt: In an August 2008 report, GAO identified four primary challenges related to the United States voluntary carbon offset market. First, the concept of a carbon offset is complicated because offsets can involve different activities, definitions, greenhouse gases, and time frames for measurement. Second, ensuring the credibility of offsets is challenging because there are many ways to determine whether a project is additional to a business-as-usual baseline, and inherent uncertainty exists in measuring emissions reductions relative to such a baseline. Related to this, the use of multiple quality assurance mechanisms with varying requirements may raise questions about whether offsets are fully fungible--interchangeable and of comparable quality. Third, including offsets in regulatory programs to limit greenhouse gas emissions could result in environmental and economic tradeoffs. For example offsets could lower the cost of complying with an emissions reduction policy, but this may delay on-site reductions by regulated entities. Fourth, offsets could compromise the environmental certainty of a regulatory program if offsets used for compliance lack credibility. In a November 2008 report, GAO examined the environmental and economic effects of the CDM--an international program allowing certain industrialized nations to pay for offset projects in developing countries--and identified lessons learned about the role of carbon offsets in programs to limit emissions. While the CDM has provided cost containment in a mandatory emissions reduction program, its effects on emissions are uncertain, largely because it is nearly impossible to determine the level of emissions that would have occurred in the absence of each project. Although a rigorous review process seeks to ensure the credibility of projects, available evidence from those with experience in the program suggests that some offset projects were not additional. In addition, the project approval process is lengthy and resource intensive, which significantly limits the scale and cost-effectiveness of emissions reductions. The findings from these two reports illustrate how challenges in the voluntary offset market and the use of offsets for compliance--even in a rigorous, standardized process like the CDM--may compromise the environmental integrity of mandatory programs to limit emissions and should be carefully evaluated. As a result of these challenges, GAO suggested that, as it considers legislation that allows the use of offsets for compliance, the Congress may wish to consider, among other things, directing the establishment of clear rules about the types of projects that regulated entities can use as offsets, as well as procedures to account and compensate for the inherent uncertainty associated with offset projects. Further, GAO suggested that the Congress consider key lessons from the CDM, including the possibility that, (1) due to the tradeoffs involving cost savings and the credibility of offsets, their use in mandatory programs may be, at best, a temporary solution to achieving emissions reductions, and (2) the program's approval process may not be a cost-effective model for achieving emission reductions.

It seeks to understand how the institutional environment in which firms operate shape their profit-maximizing decisions regarding GHG emissions. Such an environment is populated by various stakeholder groups that exert influence on the firm. Understanding how such groups impact the firm can (1) inform policies that take advantage of institutional arrangements to encourage more aggressive emissions reductions by firms and (2) demonstrate the limits of voluntary approaches in reducing GHG emissions. The first essay develops a theoretical framework in which corporate social responsibility (CSR) related to climate change is modeled as the proportion of clean inputs firms use in their production processes. Stakeholder groups can have preferences for environmental CSR that impact a firm's profit function and constraints. The resulting framework demonstrates the various considerations that a firm may have in deciding on a profit-maximizing level of environmental CSR given various characteristics. The second essay delves more deeply into the decision making process within the firm as it develops a strategic response to the issue of climate change. This is done by analyzing 17 interviews conducted with experts on environmental sustainability efforts in large firms. These suggest that companies may be prompted to respond to the issue of climate change by pressure from different groups, but cost considerations shape the degree of that response. Reduction goals often encourage innovation at the firms as they examine their production process with the dual objectives of reducing costs and emissions. The third essay explores the characteristics of firms that joined the U.S. Environmental Protection Agency's Climate Leaders program, a voluntary program through which member firms set and achieved GHG emissions reductions from 2002 to 2010. A panel of the S&P; 500 members from 2002, 87 of which eventually joined Climate Leaders, is analyzed using a panel probit model and survival analysis. Results suggest that firms already engaged in sustainability activities were more likely to join the program. Additionally, larger firms, those located in more environmentally friendly states, and those located in areas with cleaner air are more likely to be in the program.
