Book excerpt: A firm hiring new workers has a choice: it can either hire permanentquot; workers, which means entering into a quot;life-time employmentquot; (long term) contract with them, or quot;temporaryquot; ones, who can be hired and fired according to current needs. We assume that the latter are less productive and/or more expensive per unit of output and ask what is the optimal composition of the labor force under these assumptions. Extending Pindyck's (1988) model of irreversible investment, we show that the optimal proportion of permanent workers is high if the firm is either large, faces high demand growth, operates in a reasonably stable environment, or uses a labor intensive technology. Previous studies suggest that tenure is indeed higher in larger firms in the US and Japan and that reliance of Japanese firms on permanent workers increased throughout the high growth 1950s and 60s, and declined thereafter. However, these findings do not distinguish between ex-post permanent workers, i.e. those who stayed with their firms for a prolonged period of time, but who could have been laid-off if needed, and the ex-ante permanent workers, who were promised lifetime employment (LTE). We, therefore, look for complementary practices, which would likely be adopted alongside LTE, and not otherwise. Our review of the existing literature indicates that Japanese labor practices adopted during the early 1950's, when LTE was introduced, were complementary to it. We also find evidence that at least some US and European non-unionized firms adopted practices complementary to LTE. The adoption of these practices is consistent with the model's results relating LTE to the environment in which these firms operated. Finally, we examine the cost of the lifetime employment contract relative to the optimal mix of lifetime and temporary contracts, i.e. the magnitude of the value of flexibility and show that under certain circumstances the adoption of LTE for all the workers can have a significant negative impact on the value of the firm.

Those on contract of choice, particularly knowledge workers who may be pursuing boundaryless careers, are especially likely to report positive outcomes. The evidence also indicates that a framework that incorporates the psychological contract provides additional value in explaining variations in outcomes.

The main focus of the paper lies in the analysis of the costs of delegation, primarily agency costs, versus their benefits, primarily the flexibility of the action choice. We first determine and characterize the properties of the optimal flexible contract. We then show that the higher the agent's degree of risk aversion, the higher is the agency costs of delegation and the less profitable a flexible contract relative to a rigid one. When the parties to not have sharp probability beliefs, the agent's degree of imprecision aversion introduces another agency cost, which again reduces the relative profitability of flexible contracts.

Book excerpt: Exploiting the variation in labor-market programs in Spain, I show that the use of flexible (shorter and cheaper-to-fire) employment contracts increases a firm's debt capacity. A thought experiment of prohibiting an average firm from hiring workers on flexible contracts suggests that such a firm should reduce its debt-to-capital ratio by 7%. I further nail down the employment flexibility mechanism behind this effect, which works through reductions of the firm's operating leverage and the fixity of its costs. I use specific institutional features to separate this explanation from differences in wages or labor bargaining power. I show that the effects are stronger for firms suffering most in bankruptcy and that in downturns, firms downsize using flexible labor, implying that the employment-contract structure is a significant component of operating flexibility and expected default costs. Finally, employment flexibility increases firm value for firms that benefit most from operating leverage reductions and depend more on external financing. The results demonstrate how management can use heterogenous labor contracts to improve firm outcomes. Most broadly, the results emphasize the importance of studying operating strategy and organizational structure as integral determinants of the financing decisions of firms and highlight the complementarities between CEOs' and CFOs' decision-making.
