Firstly, we account for latent heterogeneity by developing a maximum likelihood random effects spatial autoregressive (SAR) stochastic frontier model. Secondly, to analyze the finite sample properties of a spatial stochastic frontier model we develop a Monte Carlo experimental methodology which we then apply. Thirdly, we introduce the concept of the spatial efficiency multiplier and show that the efficiency benchmark for a productive unit from the structural form of a spatial stochastic frontier model differs from the efficiency benchmark from the reduced form of the model.

Book excerpt: Received analyses based on stochastic frontier modeling with panel data have relied primarily on results from traditional linear fixed and random effects models. This paper examines extensions of these models that circumvent two important shortcomings of the existing fixed and random effects approaches. The conventional panel data stochastic frontier estimators both assume that technical or cost inefficiency is time invariant. In a lengthy panel, this is likely to be a particularly strong assumption. Second, as conventionally formulated, the fixed and random effects estimators force any time invariant cross unit heterogeneity into the same term that is being used to capture the inefficiency. Thus, measures of inefficiency in these models may be picking up heterogeneity in addition to or even instead of technical or cost inefficiency. In this paper, a true fixed effects model is extended to the stochastic frontier model using results that specifically employ the nonlinear specification. The random effects model is reformulated as a special case of the random parameters model that retains the fundamental structure of the stochastic frontier model. The techniques are illustrated through two applications, a large panel from the U.S. banking industry and a cross country comparison of the efficiency of health care delivery.

Book excerpt: In this paper, we analyze the productivity of farms across n = 370 municipalities located in the Center-West region of Brazil. We propose a stochastic frontier model with a latent spatial structure to account for possible unknown geographical variation of the outputs. This spatial component is included in the one-sided disturbance term. We explore two different distributions for this term, the exponential and the truncated normal. We use the Bayesian paradigm to fit the proposed models. We also compare between an independent normal prior and a conditional autoregressive prior for these spatial effects. The inference procedure takes explicit account of the uncertainty when considering these spatial effects. As the resultant posterior distribution does not have a closed form, we make use of stochastic simulation techniques to obtain samples from it. Two different model comparison criteria provide support for the importance of including these latent spatial effects, even after considering covariates at the municipal level.
