Book excerpt: We study the drivers of the adoption of electricity generation technologies between 1970 and 2014 in the lower 48 U.S. states. Since the 1990s, major electricity market restructuring took place in some parts of the United States. We explore the implications of changing from a regulated “cost-of-service” or rate of return system to a partly and fully deregulated market on technology and fuel choices. We find that electricity market deregulation resulted in significant immediate investment in various natural gas technologies, and a reduction in coal investments. However, market deregulation impacted less negatively on high efficiency coal technologies. In states that adopted wholesale electricity markets, high natural gas prices resulted in more investment in coal and renewable technologies.

Book excerpt: This paper studies the impact of market restructuring on the character of research and development (R&D) expenditures. Using a political economy approach, we consider the likely differences in internal and collaborative R&D activities under regulatory and market regimes, and test the predictions on R&D investments by a panel of investor owned electric utilities between 1989 and 1997. We find that spending on internal projects declines with the uncertainty associated with restructuring, but recuperates for companies in states that transition to relative competitive market regimes. Alternatively, external R&D expenditures (outsourced or consortium activities) are initially higher for firms subject to the uncertainty of the policy transition but subsequently decline in restructuring states. Our analysis yields insights into the incentives for firms to perform research internally or to outsource it, and suggests some new guidelines for effective public technology programs.

Unlike other interpreters of the industry's woes, Professor Hirsh argues that a long and successful history of managing a conventional technology set the stage for the industry's deterioration. After improving steadily for decades, the technology that brought unequalled productivity growth to the industry appeared to stall in the late 1960s, making it impossible to mitigate the economic and regulatory assaults of the 1970s. Unfortunately, most managers did not recognize (or did not want to believe) the severity of the technological problems they faced, and they chose to focus instead on issues (usually financial or public relations) that appeared more manageable. Partly as a result of this lack of attention to technological issues, the industry found itself in the 1980s challenged by the prospects of deregulation and restructuring.

This move away from the traditional monopolies and toward greater competition, in the form of increased numbers of independent power producers and an unbundling of the main services that were until now provided by the utilities, has been building up for over a decade. This change was driven by the large disparities in electricity tariffs across regions, by technological developments that make it possible for small producers to compete with large ones, and by a widely held belief that competition will be beneficial in a broad sense. All of this together with the political will to push through the necessary legislative reforms has created a climate conducive to restructuring in the electric power industry. Consequently, since the beginning of this decade dramatic changes have taken place in an ever-increasing list of nations, from the pioneering moves in the United Kingdom, Chile and Scandinavia, to today's highly fluid power industry throughout North and South America, as well as in the European Community. The drive to restructure and take advantage of the potential economic benefits has, in our view, forced the industry to take actions and make choices at a hurried pace, without the usual deliberation and thorough analysis of possible implications. We must admit that to speak of "the industry" at this juncture is perhaps disingenuous, even misleading.

Regulators set retail electricity prices to allow the utility to recover its prudently incurred costs, a process known as cost-of-service regulation. During the 1990s, this model was disrupted in many states by "electricity restructuring," a term used to describe legal changes that allowed both non-utility generators to sell electricity to utilities -- displacing the utility generation function -- and/or "retail service providers" to buy electricity from generators and sell to end-use customers -- displacing the utility procurement and billing functions. We review the original economic arguments for electricity restructuring, the potential winners and losers from these changes, and what has actually happened in the subsequent years. We argue that the greatest political motivation for restructuring was rent shifting, not efficiency improvements, and that this explanation is supported by observed waxing and waning of political enthusiasm for electricity reform. While electricity restructuring has brought significant efficiency improvements in generation, it has generally been viewed as a disappointment because the price-reduction promises made by some advocates were based on politically-unsustainable rent transfers. In reality, the electricity rate changes since restructuring have been driven more by exogenous factors -- such as generation technology advances and natural gas price fluctuations -- than by the effects of restructuring. We argue that a similar dynamic underpins the current political momentum behind distributed generation (primarily rooftop solar PV) which remains costly from a societal viewpoint, but privately economic due to the rent transfers it enables.
