Book excerpt: There is much speculation regarding a “race for dominance” among financial centers in Asia, arising from the anticipated financial opening up of China. This frame of reference is, to an extent, a predilection that results from a traditional understanding of financial centers as possessing historical, geographic, and scale economy advantages. This paper, however, suggests that there is an alternative prism through which the evolution of financial centers in Asia needs to be viewed. It underscores the importance of “complementarity” rather than “dominance” to better serve regional and global financial stability. We posit that such complementarity is vital, through network analysis of the roles of Hong Kong SAR and Singapore as the current leading financial centers in the region. This analysis suggests that a competition for dominance can result in de-stabilizing levels of interconnectivity that render the global “network” as a whole more susceptible to rapid propagation of shocks. We then examine the regulatory and policy challenges that may be encountered in furthering such complementary coexistence.

It first explains the determinants of competitive advantages of IFCs in general and then focuses on an evaluation and comparison of Hong Kong and Singapore as IFCs. First, Porter's common theory about 'competitive advantage of a nation's industry' serves as a reference baseline model to derive hypotheses for possible factors that influence the competitiveness of an IFC. Empirical evidence from the two financial centres in Hong Kong and Singapore will then be used to test whether and to what extent the developed hypotheses hold true when applied to the concept of an IFC. The second part of the thesis is based on exploratory research of statistical data that allowed to construct an IFC profile which differentiates among various financial markets and institutions making the relative competitiveness of Hong Kong and Singapore as IFCs more concrete. The paper presents two central findings. First, an IFC gains competitive advantage through several endogenous (intra-industry) determinants, i.e. through (a) ample endowment of relevant factors of production, (b) 'selective factor disadvantages' combined with advantages in advanced factors, (c) sophisticated and demanding clients, (d) successful domestic supporting and related industries, and (e) vigorous but regulated intra-industry competition which promotes innovation. In addition, an IFC can gain competitive advantage through exogenous variables such as (f) chance events and (g) the role of government. Second, the constructed IFC profile reveals comparative advantages of Hong Kong in banking, fund management, and equity markets, whereas Singapore has relative advantages in debt markets as well as in its foreign exchange and derivatives markets, measured either in terms of size or in terms of quality.
