We are careful to account for estimation risk and parameter learning. Using Samp;P 500 index data from 1980-2000, we find that a strategy based solely on volatility timing uniformly outperforms market timing strategies, a model that assumes no predictability and the market return in terms of certainty equivalent gains and Sharpe ratios. Market timing strategies perform poorly due estimation risk, which is the substantial uncertainty present in estimating and forecasting expected returns.

Secondly, the distributions of the random variables are only incompletely known at the beginning of the planning process. This is termed as decision-making under conditions of uncer tainty. Thirdly, in large parts of the work we restrict the analysis to binary decision models. In a binary model, the decision-maker must choose one of two actions. For example, one decision means to undertake the invest ·ment project in a planning period, whereas the other decision prescribes to postpone the project for at least one more period. The analysis of dynamic decision models under conditions of uncertainty is not a very common approach in economics. In this framework the op timal decisions are only obtained by the extensive use of methods from operations research and from statistics. It is the intention to narrow some of the existing gaps in the fields of investment and portfolio analysis in this respect. This is done by combining techniques that have been devel oped in investment theory and portfolio selection, in stochastic dynamic programming, and in Bayesian statistics. The latter field indicates the use of Bayes' theorem for the revision of the probability distributions of the random variables over time.

Book excerpt: We address three key aspects of optimal portfolio construction: expected return, variance-covariance modeling and optimization in presence of cardinality constraints. On expected return modeling, we extend the self-excited point process framework to model conditional arrival intensities of bid and ask side market orders of listed stocks. The cross-excitation of market orders is modeled explicitly such that the ask side market order size and bid side probability weighted order book cumulative volume can affect the ask side order intensity, and vice versa. Different variations of the framework are estimated by using method of maximum likelihood estimation, based on a recursive application of the log-likelihood functions derived in this thesis. Results indicate that the self-excited point process framework is able to capture a significant amount of the underlying trading dynamics of market orders, both in-sample and out-of-sample. A new framework is introduced, Realized GARCH, for the joint modeling of returns and realized measures of volatility. A key feature is a measurement equation that relates the realized measure to the conditional variance of returns. The measurement equation facilitates a simple modeling of the dependence between returns and future volatility. Realized GARCH models with a linear or log-linear specification have many attractive features. They are parsimonious, simple to estimate, and imply an ARMA structure for the conditional variance and the realized measure. An empirical application with DJIA stocks and an exchange traded index fund shows that a simple Realized GARCH structure leads to substantial improvements in the empirical fit over standard GARCH models. Finally we describe a novel algorithm to obtain the solution of the optimal portfolio problem with NP-hard cardinality constraints. The algorithm is based on a local relaxation that exploits the inherent structure of the objective function. It solves a sequence of small, local, quadratic-programs by first projecting asset returns onto a reduced metric space, followed by clustering in this space to identify sub-groups of assets that best accentuate a suitable measure of similarity amongst different assets. The algorithm can either be cold started using the centroids of initial clusters or be warm started based on the output of a previous result. Empirical result, using baskets of up to 3,000 stocks and with different cardinality constraints, indicates that the algorithm is able to achieve significant performance gain over a sophisticated branch-and-cut method. One key application of this local relaxation algorithm is in dealing with large scale cardinality constrained portfolio optimization under tight time constraint, such as for the purpose of index tracking or index arbitrage at high frequency.

Book excerpt: The classical optimal investment models are cast in a finite or infinite horizon setting, assuming an a priori choice of a market model (or a family of models) as well as a priori choice of a utility function of terminal wealth and/or intermediate consumption. Once these choices are made, namely, the horizon, the model and the risk preferences, stochastic optimization technique yield the maximal expected utility (value function) and the optimal policies wither through the Hamilton-Jacobi-Bellman equation in Makovian models or, more generally, via duality in semi-martingale models. A fundamental property of the solution is time-consistency, which follows from the Dynamic Programming Principle (DPP). This principle provides the intuitively pleasing interpretation of the value function as the intermediate (indirect) utility. It also states that the value function is a martingale along the optimal wealth trajectory and a super-martingale along every admissible one. These properties provide a time-consistent framework of the solutions, which ``pastes" naturally one investment period to the next. Despite its mathematical sophistication, the classical expected utility framework cannot accommodate model revision, nor horizon flexibility nor adaptation of risk preferences, if one desires to retain time-consistency. Indeed, the classical formulation is by nature ``backwards" in time and, thus, it does not allow any "forward in time" changes. For example, on-line learning, which typically occurs in a non-anticipated way, cannot be implemented in the classical setting, simply because the latter evolves backwards while the former progresses forward in time. To alleviate some of these limitations while, at the same time, preserving the time-consistency property, Musiela and Zariphopoulou proposed an alternative criterion, the so-called forward performance process. This process satisfies the DPP forward in time, and generalizes the classical expected utility. For a large family of cases, forward performance processes have been explicitly constructed for general Ito-diffusion markets. While there has already been substantial mathematical work on this criterion, concrete applications to applied portfolio management are lacking. In this thesis, the aim is to focus on applied aspects of the forward performance approach and build meaningful connections with practical portfolio management. The following topics are being studied. Chapter 2 starts with providing an intuitive characterization of the underlying performance measure and the associated risk tolerance process, which are the most fundamental ingredients of the forward approach. It also provides a novel decomposition of the initial condition and, in turn, its inter-temporal preservation as the market evolves. The main steps involve a system of stochastic differential equations modeling various stochastic sensitivities and risk metrics. Chapter 3 focuses on the applications of the above results to lifecycle portfolio management. Investors are firstly classified by their individual risk preference generating measures and, in turn, mapped to different groups that are consistent with the popular practice of age-based de-leveraging. The inverse problem is also studied, namely, how to infer the individual investor-type measure from observed investment behavior. Chapter 4 provides applications of the forward performance to the classical problem of mean-variance analysis. It examines how sequential investment periods can be ``pasted together" in a time-consistent manner from one evaluation period to the next. This is done by mapping the mean-variance to a family of forward quadratic performances with appropriate stochastic and path-dependent coefficients. Quantitative comparisons with the classical approach are provided for a class of market settings, which demonstrate the superiority and flexibility of the forward approach.

For the case in which asset returns are identically and independently distributed, it has been shown that optimal portfolios become less diversified as the holding period lengthens. We show that the anti-diversification result does not obtain when asset returns are serially correlated, and examine properties of asymptotic portfolios for the case where the short term interest rate, although known at each moment of time, may change unpredictably over time. The theoretical results provide no presumption about the effects of the length of the holding period on the optimal portfolio. Using estimated processes for stock and bill returns, we show that calculated optimal portfolios are virtually invariant to the length of the holding period. The estimated processes for asset returns also imply very little difference between portfolios calculated ignoring changes in the investment opportunity set and those obtained when the investment opportunity set changes over time.
