Book excerpt: The size of our dairy operation increased from 300 milk cows to 1,700 milk cows in 2003. Once the dairy operation increased, the dependency on milk price to support the entire operation also increased. This was due to the fact that the cropping side of the operation became more devoted to growing feed for the livestock as opposed to producing cash crops. Thus, the increase in the number of milk cows led to decreased diversity in our income potentially increasing the financial risk of the operation. The purpose of this thesis is to study different risk management tools and strategies to aid in the formulation of a risk management plan for milk sales in our operation. Risk management strategies using forward contracts, futures, put options, and cash were analyzed at different time periods and various minimum price levels. The strategies were analyzed over the last ten years (2001-2010) of available price data. Twenty-five risk management strategies were analyzed both with and without set minimum milk prices. Minimum price levels ranged from $14/cwt to $17/cwt in $1 increments. The time frame for the transaction ranged from zero to twelve months prior to production in three-month increments. Based on historical data, risk management strategies can be used to decrease the price risk faced by an operation. The risk management strategies did not affect the average price received at statistically significant levels typically considered. Different risk management opportunities are highlighted that need to be analyzed before fully implementing a risk management plan for dairy operations.

Price risk is especially a concern for cattle producers in the Midwest. Producers can curtail profit volatility, to an extent, through the utilization of price risk management strategies such as forward contracting, hedging, using put and call options, Livestock Risk Protection Insurance (LRP), as well as Livestock Gross Insurance (LGM) for feedlot cattle. Learning about such price risk management tools can be a daunting task. Kansas State University Extension created a computer based simulation workshop to assist them in teaching cattle producers about price risk management strategies. The simulation paralleled a lecture where participants learned of the price risk management strategies that are available. The simulation allowed the workshop participants to practice using the management strategies as they assumed the role of a feedlot or ranch manager in charge of marketing the operation's calves. In a cooperative effort with Iowa State University, Kansas State University presented the Cattle Risk Management Workshops across the state of Iowa. Participants were given pre-and posttests to measure the effectiveness of the workshop. The overall post-test scores were 25 percentage points higher than the pre-test scores. This research also discusses the interest and perceptions of cattle producers regarding price risk management strategies. The effectiveness of simulations as a teaching tool in helping producers learn about price risk management strategies is also reviewed. In addition, the various price risk management strategies available to producers, as well as seasonality of prices and basis are analyzed. This research also explains and estimates the LRP Feeder Cattle Basis Model. The LRP Feeder Cattle Basis Model was developed with the objective of assisting producers in forecasting LRP basis. The model was developed using similar methodology applied in the creation of a CME basis forecasting model developed by Kansas State University Extension and Custom Ag Solutions, Inc. The LRP Feeder Cattle Basis Model automatically adjusts for the LRP price adjustment factor applied to beef steer calves weighing less than 600 pounds, and beef heifers weighing 600-900 pounds. The LRP Feeder Cattle Basis Model explains 71.37 percent of the variation of LRP basis.

The first article implements transaction-level data and feeder cattle futures interaction terms in a hedonic pricing model framework to estimate optimal feeder cattle hedge ratios conditioned on the price of corn. This deviates from previous feeder cattle hedging literature, which typically employs aggregate weekly data and simple linear regressions of cash price against futures price to estimate hedge ratios. Hedging risk using corn-conditioned hedge ratios is compared to estimated hedge ratios that are not dependent on corn price. The second article again implements transaction-level data and a hedonic pricing model framework to evaluate whether feeder cattle basis risk has changed over time and to identify factors driving basis risk. The method developed in the second article differs from previous livestock basis risk assessments in that out-of-sample transaction price prediction errors are used to represent unexplained cash price deviations from feeder cattle futures price, or basis risk. Results from both articles indicate varying market conditions and animal characteristics have important impacts on the effectiveness of feeder cattle futures for price risk management in a heterogeneous market.
