The liberalization in the gas market has taken two primary legal forms: (i) removal of entry barriers in competitive sectors; and (ii) regulation of infrastructure sectors through unbundling (economic separation of competitive and infrastructure sectors), and open access (requiring gas infrastructure owners/operators to allow competitors to access their facilities on commercial terms comparable to those that would apply in a competitive market). This book will focus on the latter legal form. This is the first book to analyze, in a comparative way, the detailed development of the unbundling and open access regimes across three continents. It is the author's contention that these two legal forms should be more widely implemented than they are at present. In each of five substantial chapters - on the United States, Europe, Japan, South Korea, and Taiwan - the author first focuses on the proposed or current laws and industrial practices on service, account, functional, legal and ownership unbundling and independent system operator, and then on those of different open access regimes (mainly including regulated and negotiated third party access), insofar as they have been developed in each location. Using empirical evidence from Europe, the United States, and Japan that a well-formulated and comprehensive liberalization can bring about more advantages than disadvantages, he shows how well-designed unbundling and open access regimes may accomplish the following : inject much-needed competition into gas exploration, exploitation, import, production, and retailing ; reform and re-regulate non-competitive sectors such as transportation, distribution, and storage ; balance potential conflicts between energy security and competition ; and support interests such as environmental protection, energy rights, safety, and consumer protection. The author attends throughout to the contrasting market situations in countries that rely on importing natural gas by liquefied natural gas tankers (LNG countries), and countries with their natural gas mainly coming from production fields via direct pipelines (PNG countries). Identifying the key legal issues arising from the development of the various unbundling and open access regimes discussed, the book goes on to provide a detailed general legislative framework for gas liberalization that applies especially to LNG countries. The author finds, perhaps surprisingly, that both LNG countries and PNG countries can in fact learn from each other. The general expectation is that more competition will lead to lower prices and higher volumes, and hence higher welfare. This paper indicates that this might not happen for at least two reasons. First, energy markets, including the market for natural gas, are characterized by imperfect competition and increasing costs to develop new energy sources. As a result, new entrants in the market are less efficient than incumbent firms. Second, energy markets, again including the market for natural gas, are associated with capacity constraints. Prices are determined in residual markets where the least efficient firms are active. This is likely to lead to price increases, rather than decreases.

Vertically integrated firms run both wholesale activities (buying gas from the producers under take-or-pay obligations) and retail activities (selling gas to final customers). The market is decentralized and the firms decide which customers to serve, competing then in prices. We show that TOP clauses limit the incentives to face-to-face competition and determine segmentation and monopoly pricing even when entry of new competitors occurs. The development of wholesale trade, instead, may induce generalized entry and retail competition. This equilibrium outcome is obtained if a compulsory wholesale market is introduced, even when firms are vertically integrated, or under vertical separation of wholesale and retail activites when firms can use only linear bilateral contracts.

The challenges are compounded when the State opts to retain vertically integrated monopolies in otherwise contestable segments of the industry. Regulatory issues associated with partial liberalization of natural gas markets are analyzed through a case study of Mexico. The natural gas industry combines activities with natural monopoly characteristics with those that are potentially competitive. Pipeline transport and distribution, which have natural monopoly characteristics, require regulation of price and nonprice behavior. Production is a contestable activity, but in a few countries (including Mexico) it remains a state monopoly. Gas marketing is also contestable, but the presence of a dominant, upstream, vertically integrated incumbent may pose significant barriers to entry. Market architecture decisions"such as horizontal structure, regional development, and the degree of vertical integration"are also crucial. Rosellón and Halpern report that Mexico has undertaken structural reform in the energy sector more slowly than many other countries, but it has introduced changes to attract private investment in natural gas transport and distribution. These changes were a response to the rapid growth in demand for natural gas (about 10 percent a year) in Mexico, which was in turn a response to economic development and the enforcement of environmental regulations. The new regulatory framework provides incentives for firms to invest and operate efficiently and to bear much of the risk associated with new projects. It also protects captive consumers and improves general economic welfare. The continued vertical integration of the state-owned company Pemex and its statutory monopoly in domestic production posed a challenge to regulators. Their response in liberalizing trade, setting first-hand sales prices, and regulating natural gas distribution makes the Mexican case an interesting example of regulatory design. As the first phase of investment mobilization and competition for the market in Mexican distribution projects concludes, remaining challenges include consistently and transparently enforcing regulations, coordinating tasks among government agencies, and ensuring expansion of gas transport services and domestic production. A key challenge in the near term will be fostering competition in the market. In strengthening the role of market forces, one issue is Pemex's discretionary discounts on domestic gas and access to transport services, made possible by its monopoly in domestic production and marketing activities and its overwhelming dominance in transport. The main instrument available to the regulator is proscribing Pemex contract pricing, but more durable and tractable instruments should be considered. This paper"a product of the Finance, Private Sector, and Infrastructure Sector Unit, Latin America and the Caribbean Region"is part of a larger effort in the region to evaluate and disseminate lessons of experience in designing policies to improve the quality and sustainability of infrastructure services.
