Book excerpt: We develop a tractable small-open-economy framework to characterize the constrained efficient use of the policy rate, foreign exchange (FX) intervention, capital controls, and domestic macroprudential measures. The model features dominant currency pricing, shallow FX markets, and occasionally-binding external and domestic borrowing constraints. We characterize the conditions for the “traditional prescription”—relying on the policy rate and exchange rate flexibility—to be sufficient, even if externalities persist. The conditions are satisfied for world interest rate shocks if FX markets are deep. By contrast, we show that to manage non-fundamental inflow surges and taper tantrums related to local currency debt, capital inflow taxes and FX intervention should be used instead of the policy rate and exchange rate flexibility. In the realistic case where countries face both shallow FX markets and external borrowing constraints, we establish that some kinds of FX mismatch regulations may reduce the external debt limit friction but worsen FX market depth. Finally, we show that capital controls and domestic macroprudential measures cease to be perfect substitutes if there is a risk that the domestic borrowing constraint binds as a result of the transmission of the global financial cycle.

Book excerpt: In this paper, we examine whether financial spillovers from the European Central Bank's monetary policy have consequences for the effectiveness of domestic monetary policy in three small open economies (SOEs) that are highly integrated with the European (Monetary) Union: Denmark, Norway, and Sweden. We find significant spillovers that are particularly strong for longer maturity yields. At the same time, domestic monetary policy in Norway and Sweden is effective for the shorter end of the yield curve, but much less so for the longer end of the curve. Recent work suggests that the trilemma in international economics as we used to know it, may be a dilemma: SOEs can only have effective monetary policies when the capital account is managed. Our results imply something in between: although spillovers impose challenges on domestic monetary policy effectiveness, small open economies still have some control over their yield curve.

This approach overcomes the conundrum of the conventional Mundell-Fleming view, in today's world of international financial integration, where capital controls do not insulate the small domestic economy, and where local authorities cannot be indifferent to the volatility of the exchange rate of local currency, and the potential harm to savings, investment, capital flight and domestic financial stability. In today's world, the standard prescription of flexible exchange rates and independent monetary control targeting inflation presents challenges with which SOFIE's have struggled, with little success. We describe the framework for an alternative which suits the circumstances of SOFIE's.

Despite this, the Mundell-Fleming benchmark and its variants focus on pricing in the producer’s currency or in local currency. We model instead a ‘dominant currency paradigm’ for small open economies characterized by three features: pricing in a dominant currency; pricing complementarities, and imported input use in production. Under this paradigm: (a) the terms-of-trade is stable; (b) dominant currency exchange rate pass-through into export and import prices is high regardless of destination or origin of goods; (c) exchange rate pass-through of non-dominant currencies is small; (d) expenditure switching occurs mostly via imports, driven by the dollar exchange rate while exports respond weakly, if at all; (e) strengthening of the dominant currency relative to non-dominant ones can negatively impact global trade; (f) optimal monetary policy targets deviations from the law of one price arising from dominant currency fluctuations, in addition to the inflation and output gap. Using data from Colombia we document strong support for the dominant currency paradigm.

Book excerpt: Recent changes in technology, along with the opening up of many regions previously closed to investment, have led to explosive growth in the international movement of capital. Flows from foreign direct investment and debt and equity financing can bring countries substantial gains by augmenting local savings and by improving technology and incentives. Investing companies acquire market access, lower cost inputs, and opportunities for profitable introductions of production methods in the countries where they invest. But, as was underscored recently by the economic and financial crises in several Asian countries, capital flows can also bring risks. Although there is no simple explanation of the currency crisis in Asia, it is clear that fixed exchange rates and chronic deficits increased the likelihood of a breakdown. Similarly, during the 1970s, the United States and other industrial countries loaned OPEC surpluses to borrowers in Latin America. But when the U.S. Federal Reserve raised interest rates to control soaring inflation, the result was a widespread debt moratorium in Latin America as many countries throughout the region struggled to pay the high interest on their foreign loans. International Capital Flows contains recent work by eminent scholars and practitioners on the experience of capital flows to Latin America, Asia, and eastern Europe. These papers discuss the role of banks, equity markets, and foreign direct investment in international capital flows, and the risks that investors and others face with these transactions. Book excerpt: Over the past few decades, the world has witnessed a strongly increasing trend toward global economic and financial integration. This phenomenon has raised the question -- if central banks in today's integrated world economy are still able to conduct an optimal monetary policy for their countries and if global interconnectedness can cause detrimental monetary spillovers from large, advanced economies such as the United States (US) on emerging market economies (EMEs) and advanced small open economies. This paper contributes to the broad literature on scrutinizing monetary policy spillovers from the US on EMEs. In an empirical analysis of spillovers to the "Fragile Five" economies Brazil, India, Indonesia, Turkey, and South Africa over almost two decades, I find compelling evidence for the existence of significant US monetary spillovers. Policy implications include domestic measures such as macroprudential regulation or capital controls. On the international level, closure cooperation between central banks to internalize spillovers would also contribute to improving global financial stability. Due to potential conflicts with domestic mandates of central banks, however, such cross-country cooperation measures may not be politically feasible in the short-term.
