Book excerpt: This study investigates the role of public infrastructure investment on economic growth and poverty reduction in the Philippines. Using a dynamic general equilibrium-microsimulation model that explicitly models public capital as a production input, we find that the positive supply side effects of higher public investment expenditure manifest over time, through higher capital accumulation and improved productivity. Our findings reveal that higher public infrastructure investment not only positively impacts real GDP, but also reduces poverty and inequality in the short and long run. In this context, the Philippine government needs to become more proactive in finding ways to finance higher public investment expenditures. This is especially relevant with respect to international financing, given the narrow tax base in the country. Our simulation results confirm that international financing is a better alternative than tax financing when considered in terms of its ability to improve the economy's physical infrastructure in order to create job opportunities, improve productivity and complement its social protection measures.

Book excerpt: The Philippines enjoys tremendous endowments of natural, and human resources that provide great potential for economic development and poverty reduction. However, overall development outcomes over the last decades have fallen short of potential. The gap can be largely attributed to weak performance of public institutions in providing services to citizens, which leads to a vicious cycle of weak public services, lack of trust in the government, and unwillingness on the part of citizens to provide adequate resources to the government. The key development challenge, therefore, is to reverse the cycle to one of virtuous development where increased government revenue translates into improved service delivery and greater public trust in the government. Infrastructure plays an important role in this development process. Insufficient infrastructure has been a major constraint to economic growth and poverty reduction in the Philippines. Though the country has relatively high access levels to water, sanitation, and electricity, service levels have failed to keep up with rapid population growth and urbanization. Infrastructure development in the country is hampered by a poor business environment; weaknesses in planning, coordination, and financing; and a decrease in private sector involvement in infrastructure provision. The report presents a road map which will help spur the expansion, and improvement of infrastructure services, and move the country into a virtuous circle of growth and development. It suggests that, in order to ease infrastructure constraints, the Philippines need to achieve a gradual increase in infrastructure investments to at least 5 percent of GDP, and an increase in the efficiency of spending. Furthermore, it is strongly suggested that the way forward for sustained development in infrastructure requires instigating a rigorous fiscal reform program; pursuing continued reforms in key sectors-particularly power, roads, and water-to improve cost recovery, competition, and institutional credibility, and to sharply reduce corruption; improving central oversight of the planning and coordination of investments; and, making a few focused investments through public-private partnerships to address key bottlenecks, and achieve quick gains in service delivery.

Book excerpt: Infrastructure needs in the Philippines must be addressed to ensure long term economic growth. After several years of fiscal pressure, the Philippines is now in a position to address these needs. Despite the current international financial situation, the country is now in a position to commit resources to improve transport infrastructure. To this effect, it is necessary to: i) make resource allocation more effective; and ii) improve governance in the coordinating departments and in implementation agencies. The suggested actions that follow address these two fundamental needs within four groups of recommendations. First, focus should be on improving infrastructure quality and service delivery. While the quantity of transport infrastructure in the Philippines in network and facility density compares well with other countries in the region, its capacity and quality does not. Some critical transport costs are higher in the Philippines than in its neighboring and competing countries. Second, the processes for allocating public resources could be improved. With additional public resources available, project preparation, planning and budget processes need to ensure that expenditures are well focused on areas that offer the best value for money in improving service quality. The government has taken important initiatives to achieve this end. But much remains to be done. The quality of multiyear planning and the quality of project preparation and selection in the annual budgetary process could be improved. Third, higher public spending on transport infrastructure will be effective only if accompanied by a program to confront institutional and policy distortions. In national budgeting and planning processes, this means improving the quality of planning documents and project appraisal and strengthening of prioritization in the national planning. Fourth, the private sector could be encouraged to continue its important role in transport infrastructure investment. Public resources alone will not meet the financing needs. In the mid-1990s the Philippines experienced a rich supply of proposals for private finance, mostly unsolicited. Often poorly coordinated with other facilities, these initiatives met with mixed success.

However, some progress has been made in improving PIM institutions, and reforms are ongoing in a number of areas. It is imperative to strengthen the project appraisal process by developing a standard methodology for project appraisal, publishing this methodology and verifying that it is consistently applied by the line ministries. It is also important to develop a framework for ex-post evaluations and ensure that lessons learned from past projects are incorporated in revised guidelines and practices.

It finds that the surge in capital inflows between 2010 and mid-2013 can largely be explained by global financial factors such as global risk aversion, with exchange rate expectations and domestic fundamentals playing a secondary role. Moreover, local bond yields and retail bank rates seem to be driven by the same global factors and the U.S. term premiums. The paper suggests that the quantitative impact of VIX shocks on domestic demand via capital flows and asset repricing and of changes in the U.S. 10-year Treasury bond yields on bank credit and investment, are significant.
