The estimated trajectory is shown to outperform the random walk in medium-term and long-term forecasting. The second chapter considers bilateral exchange rates. The equilibrium exchange rate trajectories are estimated for 3 pairs of countries: UK-US, Japan-US and Canada-US. These trajectories are compared to the random walk in forecasting real exchange rates and found to be superior in medium-and long-run. In the third chapter, FEER is compared to the equilibrium exchange rates estimates derived from reduced-form equations: Natural Real Exchange Rate (NATREX), and Behavioral Equilibrium Exchange Rate (BEER). It is shown that the medium and long-term forecasts based on the FEER and NATREX models are more accurate than the point predictions of the random walk. The BEER model, however, can beat the random walk only if the actual realized values of the fundamentals are used in forecasting.

The framework -- which builds on Backus, Foresi, and Telmer (2001) and Ang Piazzesi (2003) -- respects the restrictions imposed by stochastic discount factors that generate standard, no arbitrage, essentially affine term structure models of inflation indexed bond yields in a home and a foreign country. We derive a sufficient set of parameter restrictions on the SDFs that deliver a stationary real exchange rate that is linear in the factors that govern the evolution of the SDFs. Our model implies that both the real exchange rate, and the ex ante real exchange rate risk premium at any horizon are linear functions of a “home” and "foreign” factors and that inflation indexed bond yields are functions of these factors as well as a “global” factor that accounts for the observed correlation in bond yield levels across countries. Home and foreign factors in turn are simple linear functions of the level slope and curvature factors extracted from home and foreign yield curves a la Litterman and Scheinkman (1991). We find that a real exchange rate risk premium accounts for about half the variance of the dollar-pound real exchange rate and that this risk premium if fully accounted for by the traditional level, slope, and curve curve factors in the UK linkers curve. We find that a home factor accounts for about 40 percent of the variance of the real exchange rate, and that this home factor is fully accounted for by the US specific component of the LS level factor in the US TIPs curve.

To assess the appropriateness of the peg during the current period of high oil export earnings and the likely consequences of a liberalization, this paper attempts to disentangle the effects of oil prices from other factors underlying the equilibrium real exchange rate, and examines the role of foreign exchange controls by extending the application of a vector error correction (VEC) model to parallel market exchange rates. Several findings are worth noting. First, oil prices have indeed played a significant role in determining a time-varying equilibrium real exchange rate path. Second, oil prices are not the only important determinant of the real effective exchange rate: declining productivity is also a key factor. Third, appreciation pressures are rising. Finally, the speed of convergence of a VEC model using parallel rather than official rates is higher, suggesting that the government has been able to maintain sharp deviations between the official and equilibrium rates because of Venezuela's oil dependency and the concentration of oil income in government hands
