The authors examine the impact on banking outreach using newly gathered data for Mexico, where foreign bank participation rose from 2 percent to 83 percent of assets during 1997-2005. Country-, bank-, and bank-municipality level estimations show a decline in the number of deposit and loan accounts. While country- and bank-level estimations indicate an increase in the share of municipalities with bank branches and in the likelihood of bank presence, bank-municipality regressions show that only rich and urban municipalities benefited. Overall, the evidence is consistent with a decline in outreach.

Foreign banks have higher capital and more liquidity, but lower profitability than domestic banks do. Only in developing countries is foreign bank presence negatively related with domestic credit creation. During the global crisis foreign banks reduced credit more compared to domestic banks, except when they dominated the host banking systems.

The chapters examine the consequences of this imbalance in six major policy areas: trade; investment and finance; narcotics; energy; migration; and the border. The book begins in 1954 when the Mexican "growth miracle" was at its apex, and proceeds to the present. Special attention is paid to the post-1982 debt crisis era, when Mexico began a more outward-looking trade policy.As this study reveals, Mexico has often been its own worst enemy in foreign relations. Over the past thirty years, the country has been plagued by debt, currency fluctuations, tax collection problems, political corruption, and state-controlled business monopolies that block foreign investment and importation. These factors have created an environment of instability, damaged outside perceptions, and weakened Mexico's bargaining position. Weintraub considers future policy changes that would help Mexico to level the playing field. Improving the education system, he argues, will benefit nearly every other activity and institution, and opening the oil market to private investment and technology will help develop deep-water drilling and revitalize this significant export commodity. In foreign relations, Mexico must be assertive-as it has been in easing U.S. restrictions on goods traded through NAFTA, and demanding U.S. aid to fight drug cartels-not passive, as it currently is on U.S. anti-immigration policy and the proposed border wall. Perhaps most importantly, the study points to the deeper development of policies that are proactive and outward looking.

Supporters of foreign direct investment (FDI) argue that foreign banks have been an important source of capital as well as skills, technology, and management know-how. Critics accuse foreign banks of earning excess profits without significantly contributing to banking sector development. Based on an empirical analysis of foreign bank entry between 1997 and 2004, this paper shows that FDI had a positive, but limited impact on banking sector development. The key contribution of foreign banks was the recapitalization of the banking sector following the financial crisis. But there is only limited evidence that banking sector efficiency increased as result of a transfer of skills, technology, or management know-how. The main reason for the limited impact of FDI was the low level of competitive intensity in the Mexican banking sector.

Book excerpt: Although cross-border bank lending has fallen sharply since the crisis, extending our bank ownership database from 1995-2009 up to 2013 shows only limited retrenchment in foreign bank presence. While banks from OECD countries reduced their foreign presence (but still represent 89% of foreign bank assets), those from emerging markets and developing countries expanded abroad and doubled their presence. Especially advanced countries hit by a systemic crisis reduced their presence abroad, with far flung and relatively small investments more likely to be sold. Poorer and slower growing countries host fewer banks today, while large investments less likely expanded. Conversely, faster host countries’ growth and closeness to potential investors meant more entry. Lending by foreign banks locally grew more than cross-border bank claims did for the same home-host country combination, and each was driven by different factors. Altogether, our evidence shows that global banking is not becoming more fragmented, but rather is going through some important structural transformations with a greater variety of players and a more regional focus.

We find that all banks in Mexico have become increasingly risk averse, and that foreign banks are even more so. Foreign banks grant less credit, screen loans more intensively, and charge lower interest rate spreads. The cause is Mexico's weak contract rights environment. One would normally associate risk aversion with lower profits. We find, however, that foreign banks are more profitable than domestically owned banks because their market power allows them to charge higher service fees than domestic banks.
