This includes whether grant aid has encouraged the PNG government to be less fiscally responsible and accumulate higher levels of foreign debt; whether grant aid has tended to lower the PNG government's domestic revenue raising efforts; whether grant aid has drawn government expenditures away from key service delivery sectors; and whether budget support and project and program aid have had differential effects with respect to any of the foregoing questions. The analysis reveals several important insights regarding the interplay between foreign aid and public sector fiscal behaviour including evidence that grant aid has been an important source of debt reduction during this period. However, grant aid has tended to erode the domestic tax base, which has limited the government's ability to increase aggregate expenditure levels. Evidence is also found that suggests a significant portion of budget support was spent on key development sectors, although it also undermined domestic revenue collection. A number of policy implications follow.

The question of whether external finance assists poor nations to develop in a sustained manner is still mired in controversy. Development assistance may be given to governments; but the effectiveness will crucially rely on their fiscal response. The relationship between the fiscal activities of the government and foreign aid is however, not straight forward, for the reason that some part of the development assistance is fungible. The preponderance proof from empirical literature on the effectiveness of aid proposes that external finance has not had a noteworthy influence on growth in most receiving nations. However, there are some proofs that external finance has had some significant impacts on development in most conducive policy climates. Most of the evidence concerning the correlation between aid and the key channels via which its influence on growth could flow on domestic saving and investment is mixed. This is because some indication shows that aid has had significant influence on investment and domestic saving in nations where adjustment efforts have been sustained.

Book excerpt: A substantial amount of aid to developing countries is given to the government, or goes through the budget, meaning it should have an impact on government fiscal behaviour (particularly on government spending). The few existing empirical studies on the effects of aid on government spending neglect variable time-series properties, cross-country (recipient) heterogeneity, and the potential for cross-country correlation. This paper examines the impact of foreign aid and taxes on government spending for a sample of 69 developing countries over 1980-2013, taking account of dynamics characterizing fiscal data, cross-country heterogeneity, and the distorting impact of cross-section dependence. Our econometric approach addresses these problems by applying the Pesaran (2006) common correlated effects mean group estimator. We show that spending, net aid (as well as variants including grants and loans), and taxes comprise an equilibrium (cointegrated) relation. Our results provide robust evidence of a positive, long-run (as well as short-run) association between aid and spending. On average, the aid coefficients are positive but smaller than the tax coefficients, indicating that, in the long run and short run, taxes have a stronger association with expenditures than aid.

This study reviews the recent evidence on the effects of aid on government spending and tax effort in recipient countries, concluding with a discussion of when (general) budget support is a fiscally efficient aid modality. Severe data limitations restrict inferences on the relationship between aid and spending, especially as the government is not aware of all the aid available to finance the provision of public goods. Three generalizations are permitted by the evidence: aid finances government spending; the extent to which aid is fungible is over-stated and even where it is fungible this does not appear to make the aid less effective; and there is no systematic effect of aid on tax effort. Findings unite the two streams of the debate and broadly suggest that while the 'government's final consumption expenditure' channel is consistent with the latter author, the investment and tax effort channels are in line with the former authors. Justifications for the nexuses are provided. Policy implications on how to use foreign aid constraints in managing fiscal behavior as means of reducing (increasing) corruption (corruption-control) are discussed.

A special interest is the relationship between aid, debt servicing and debt, given that Cocirc;te d`Ivoire is a highly indebted country. The theoretical model employed differs from those of previous studies by highlighting the interaction between debt servicing and the other fiscal variables, providing information on aid and fiscal behaviour that its predecessors cannot. This model is estimated using 1975-99 time series data. Two key findings emerge: (i) the majority of aid inflows are allocated to expenditure on debt servicing; and (ii) these inflows are associated with increases in the level of public debt.

This report presents the results of an extensive investigation into the effectiveness of development aid.
