Book excerpt: The paper examines the relation between the architecture of an economy's financial system-its degree of market orientation-and economic performance in the real sector. I find that while market-based systems outperform bank-based systems among countries with developed financial sectors, bank-based systems fare better among countries with underdeveloped financial sectors. Countries dominated by small firms grow faster in bank-based systems and those dominated by larger firms in market-based systems. The findings suggest that recent trends in financial development policies that indiscriminately prescribe market-oriented financial-system-architecture to emerging and transition economies might be misguided because suitable financial architecture, in and of itself, could be a source of value.

Book excerpt: While a large body of literature argues that financial intermediaries exert a causal impact on long-run growth, it doesn't investigate the links between financial architecture and technological change (as primary source of growth). We seek to shed light on these links by exploring the relationship between financial architecture (thus not only financial development) and what is assumed to be one of the main drivers of economic growth: the technological change (TC). We apply the stochastic frontier approach (SFA) in order to estimate and decompose total factor productivity growth (TFP) into its main components: efficiency change and technological change (TC). As a second step we regress the technological change (TC) on a set of variables capturing the financial characteristics ("financial architecture") of a sample of OECD countries in order to identify which features of the financial system affect the country's rate of technological change.Our results confirm that better functioning financial systems - i.e. more market oriented, open and competitive - improve resource allocation and accelerate the country's rate of technological change with positive impact on long-run economic growth.

Book excerpt: This volume examines the impact on economic performance of structural policies-policies that increase the role of market forces and competition in the economy, while maintaining appropriate regulatory frameworks. The results reflect a new dataset covering reforms of domestic product markets, international trade, the domestic financial sector, and the external capital account, in 91 developed and developing countries. Among the key results of this study, the authors find that real and financial reforms (and, in particular, domestic financial liberalization, trade liberalization, and agricultural liberalization) boost income growth. However, growth effects differ significantly across alternative reform sequencing strategies: a trade-before-capital-account strategy achieves better outcomes than the reverse, or even than a "big bang"; also, liberalizing the domestic financial sector together with the external capital account is growth-enhancing, provided the economy is relatively open to international trade. Finally, relatively liberalized domestic financial sectors enhance the economy's resilience, reducing output costs from adverse terms-of-trade and interest-rate shocks; increased credit availability is one of the key mechanisms.

The empirical results that withstand a battery of methods suggest that some financial intermediation structures are likely to be more closely related to positive economic outcomes than others. For instance, protective financial buffers within institutions have been associated with better economic performance, and a domestic financial system that is dominated by some types of nontraditional bank intermediation or that has a high proportion of foreign banks has in some cases been associated with adverse economic outcomes, especially during the financial crisis. The results also suggest that there may be trade-offs between beneficial effects on growth and stability of some financial structures. For example, the positive association of financial buffers with growth can diminish above a certain, relatively high, threshold—a too-safe system may limit the available funds for credit and hence growth.
