Financial imbalances at the vertical level (center vs. states) and at the horizontal level (among the states) need to be removed/reduced through constitutional and institutional arrangements. Fiscal federalism is an area of study in which the functioning of the public sector is divided among the different levels of the government - the central, the sub-central and the local. The successful cooperation and coordination of policies of all layers of government depend upon the degree of political, social, and economic integration within the country. Both the vertical as well as horizontal fiscal imbalance exists in India. In federal fiscal transfers there are two broad objectives, i.e., equity and efficiency. Equity again has two aspects. They are equal treatment of equals and unequal treatment of unequal. The unequal treatment of unequal is the appropriate principle in India. That is states with low infrastructure facilities should be given higher proportion of federal transfers. If the objective of centre is growth, flow of federal transfers will be more towards high income states with adequate infrastructural facilities and which are likely to contribute to growth due to higher value of multiplier in these states.

Book excerpt: Devising optimal criteria for federal fiscal transfers to reduce fiscal imbalances across the States has always been a demanding job in India. In particular, two aspects that have become perennial sources of controversy are: 1) the disintegrated approach, and 2) the near-subjective assignment of weights to factors determining the shares of States. With regard to the fist aspect, the recommendation of the Tenth Finance Commission (TFC) in favor of integrating the system of tax devolution and enlarging the divisible pool to include all Union taxes should be welcomed. However, with regard to the second and, perhaps, more important aspect of objective determination of weights for revenue shares, not much attention has been paid. This study explores an objective approach for the purpose. Given the reduction of horizontal fiscal inequity as an important objective of the federal transfers, the study suggests that the identification of factors as well as derivation of weights for deciding the revenue shares could be accomplished from their observed degree of association with the fiscal balance of States. The approach is illustrated by estimating a fiscal behavioral model using panel data, in the Indian context. The resultant State-wise shares are compared with those recommended by the past Finance Commissions.
