Book excerpt: 1.1 A Brief Overview An extensive body of empirical and theoretical literature deals with the mea surement of social welfare. This body can be decomposed in several different but related topics, all of which have implications for empirical studies in wel fare economics. One of these topics are household equivalence scales which help to compare welfare levels across households that differ in composition. An equivalence scale relates the income of any arbitrary household type to the income ofa referencehouseholdsuch that both households are equally well-off. Differences in household needs arise from differences in the households' de mographic composition which is, for instance, given by the number, age, and sex of the household members. The increase of household needs is not neces sarily proportional to the increase in the number of household members. Such a non-proportionality, for example, results from differences in the needs of adults and children, economies ofscale arising from the division of fixed costs among the household members, welfare gains from household production, and from common consumption ofcommodities bearing a within-household public good component.

Equivalence scales are employed for deriving the income of an equivalent adult representing the household and for weighting the different household types. The proceeding takes into account the possibilities and the needs of different household types at the same time and seems to be adequate if income distributions are to be compared in terms of social welfare or inequality. The approach allows to define and to investigate the usual concepts (Lorenz curve, Lorenz dominance, social welfare function, progressive transfers etc.) for heterogeneous populations. They can be interpreted in an obvious way, and the results, well known for homogeneous populations, can be generalized. Furthermore, some unpleasant and unsatisfactory paradoxa or impossibility results, which can be found in the literature, vanish in the framework considered.

This paper explores the consistency of results derived from income independent and income dependent scales. It is shown that scales of both types inevitably lead to differing assessments of poverty and inequality under quite general conditions. German microdata will be used to demonstrate and illustrate our findings. Our results provide evidence that income independent scales should be replaced with income dependent equivalence scales.

We collect survey data from two countries, Germany and France, in order to obtain direct subjective estimates of household consumption economies of scale, and, in particular, to examine an additional dimension: whether household consumption economies of scale change as living standards go up. Our data from both countries indicate strongly that household economies of scale increase as the living standard goes up. We discuss the robustness of our survey method and compare our results to these of alternative estimation methods in the literature.
