Book excerpt: Previous analyses of U.S. carbon taxes have tended to ignore interactions between this tax and other, pre-existing U.S. taxes. This paper assesses the effects of the carbon tax using a model that addresses these interactions. The model is unique in integrating a detailed treatment of taxes and attention to nonrenewable resource supply dynamics within a disaggregated general equilibrium framework. We find that the GNP and welfare costs of the carbon tax are significantly lower than what would be predicted if tax interactions were disregarded. When the revenues are used to finance reductions in marginal taxes at the personal or corporate level, the welfare costs are 25-32 percent lower than when the revenues finance lump-sum reductions in taxes. Pre-existing distortions -- specifically, the relatively light taxation of fossil-fuel-producing industries in comparison with other industries -- imply that the gross efficiency costs of carbon taxes are about 15 percent lower than would be the case if fossil-fuel-producing industries were not initially tax-favored.

At the same time, an annual GDP growth rate of around three percent is regarded as the minimum necessary to prevent unemployment from escalating. Clearly, a trade-off exists between environmental goals and employment goals, yet this trade-off has been largely ignored or denied. This book aims to resolve the environment-employment dilemma by suggesting ways and means to achieve low rates of unemployment, or preferably full employment, in the context of a low-growth or steady-state economy. In search of a solution to this dilemma, this book seeks to answer the following questions: What existing paradigms offer a possible foundation for further investigation into issues dealing with both the environment and employment? What specific initiatives can be implemented to deal with unemployment given that any potential solution must be consistent with responsible macroeconomic policy? To what extent can ecological tax reform provide a solution to the environment-employment dilemma? Under what circumstances is it clear that certain forms of employment generation are antithetic to the goal of ecological sustainability? How can more favourable employment-generating opportunities be exploited in ways which lower unemployment or achieve full employment without the need for ecologically-destructive GDP growth? Conclusions about whether the model is consistent with the bans from the various regimes depend on assumptions about market structure, demand elasticities, and discount factors. If one believes that the price elasticity of auto demand is about one, for example, then the calibrations suggest that in, the pre-VRA and VRA regimes, only General Motors and Ford could conceivably have colluded, and even this limited potential broke down in the post-VRA regime.

This divergence between the theory and practice of environment taxes can be attributed to several factors; environment taxes are difficult to implement, there are many factors that impede their effectiveness, and their introduction may be discouraged by their implications for other policy objectives.
