TRACE is the first Canadian econometric model from which a published ex ante forecast has been made. In this book the authors describe the model and a high-speed computer. They show how the effects of alternative combinations of federal government policies can be examined by producing sets of conditional forecasts from the model. Both impact and long-run multiplier effects of changes in fiscal and monetary policy are derived from simulation experiments performed with the model. The results show the different effects that are obtained under régimes of fixed and floating foreign exchange rates. The book presents the economic theory underlying the model and provides information on estimates of the structural parameters of the Canadian economy. It will be of interest to those engaged in economic forecasting and policy analysis, as well as those studying macro-economic theory and econometric methods.

Book excerpt: Multinational enterprises have become one of the distinctive institutions of our times. Controversy over their economic and political effects, and over appropriate public policy responses, has become common in home and host countries and in international agencies. Much of this debate is reminiscent of the role of large corporations generally, particularly in their interregional and intergroup effects. The multinational setting, however, would have raised distinctive issues even apart from the strong surges of nationalism and anti-imperialism which have marked recent history. Canada has a long and unusual experience with such enterprises. Foreign control of capital in the nonfinancial industries (manufacturing, petroleum and gas, other mining and smelting, utilities, merchandising) was already 20 percent in 1930 and 25 percent in 1948. It rose to 36 percent by the late 1960s, but has since receded to about 30 percent. In 1975, fully 55 percent of the capital in manufacturing was controlled outside Canada, as was 72 per cent of that in petroleum and gas, and 58 percent in other mining. These figures exceed those of other developed countries, although there have been striking increases in recent decades. About 80 percent of the direct invest ment capital in Canada is from the United States. Recently, Canadians have xi xii FOREWORD become aware of a surge of Canadian direct investment abroad, which on a flow basis has exceeded inflows (exclusive of retained earnings) for most of the 1970s.

This subject has a long and somewhat checkered history dating from the 1940's, when a number of estimates using least squares multiple regression methods were made of import and export demand functions for the interwar period. The noteworthy feature of many of these estimates was that they suggested relatively low price elasticities of demand in international trade. The implication was thus drawn that the international price mechanism could not be relied on for balance-of payments adjustment purposes.This book talks about the topics of theory and measurement of the elasticity of substitution in international trade, estimating the international capital movements, and forecasting and policy analysis with econometric models. This paper looks at the lessons that one may draw from tThe Canadian experience, with a floating exchange rate regime, especially since the inception of the 1989 U.S.-Canada Free Trade Agreement, suggests. We find that exchange rate flexibility has not prevented economic integration between Canada and the United States from increasing substantially, during the 1990s, and has played a useful role in buffering the Canadian economy against asymmetric external shocks. A fixed exchange rate thus does not seem to be a prerequisite for economic integration. It may, however, yield substantial have benefits for some countries that lack monetary credibility or that may be tempted by self-destructive beggar-thy-neighbor policies.
