Book excerpt: A multi-country econometric model is presented in this paper. The theoretical basis of the model is discussed in Fair (l979a), and the present paper is an empirical extension of this work. The model is quarterly and contains estimated equations for 44 countries. Most of the equations have been estimated by two stage least squares. The basic estimation period is 19581-19801 (89 observations). For equations that are relevant only when exchange rates are flexible, the basic estimation period is 1972II-19801 (32 observations). The trade matrix contains data for 64 countries. The U.S. part of the model is the model described in Fair (1976, 1980b). The model differs from previous models in a number of ways.(1) Linkages among countries with respect to exchange rates, interest rates, and prices appear to be more important in the model than they are in previous models. (2) There is no natural distinction in the model between stock-market and flow-market determination of the exchange rate.(3) The number of countries is larger than usual, and the data are all quarterly. (4) I alone have estimated small models for each country and then linked them together, rather than, as Project LINK has done, take models developed by others and link them together. The advantage of this approach is that the person constructing the individual models knows from the beginning that they are to be linked together, and this may lead to better specification of the linkages. The paper contains (1) a review of the theoretical basis of the model, (2) a description of the econometric model, including presentation and discussion of all the estimated equations, (3) a comparison of the predictive accuracy of the model to that of a fourth order autoregressive model, and (4) a brief discussion of the properties of the model. A much more detailed examination of the properties of the model is presented in Fair (1981).

Book excerpt: This paper summarizes the results of an empirical study of alternative international monetary arrangements using a multicountry, rational expectations, econometric model of the G-7 countries; Canada, France, Germany, Italy, Japan, the United Kingdom and the United States. The model is fit to quarterly data and the effect of different monetary rules on the performance of the economy is determined by stochastic simulations of the estimated model. The results indicate that, with the current international economic structure, internal stability as well as external stability would be greater if Germany, Japan and the United States oriented their monetary policies toward domestic price stability, or perhaps towards domestic nominal GNP stability, rather than towards fixing the exchange rates between them. Empirical measures of demand and supply elasticities and of the average size of the shocks to the demand and supply curves are used in the analysis. Thus the advantage that one international monetary arrangement has for dealing with one type of shock is assessed and measured up against the advantage that another arrangement has for dealing with other types of shocks. It turns out that in this assessment a more flexible exchange rate system between Germany, Japan, and the United States does better than a fixed exchange rate system.

The present paper argues, however, that this standard rule form is seriously defective for evaluating such issues because the implied rules (1) often fail to be operational and (2) have associated performance measures that can be misleading in important cases. An example is presented that concerns the international “assignment problem” of optimally pairing instruments with policy objectives.

Ray Fair is a resolute empiricist, developing and refining methods for testing theories and models. The field cannot advance without the discipline of testing how well the models approximate the data. Using a multicountry econometric model, he examines several important questions, including what causes inflation, how monetary authorities behave and what are their stabilization limits, how large is the wealth effect on aggregate consumption, whether European monetary policy has been too restrictive, and how large are the stabilization costs to Europe of adopting the euro. He finds, among other things, little evidence for the rational expectations hypothesis and for the so-called non-accelerating inflation rate of unemployment (NAIRU) hypothesis. He also shows that the U.S. economy in the last half of the 1990s was not a new age economy.
