To manage food production uncertainties, weather index insurance (WII) pilot projects have been launched across SSA since the early 2000s. Due to low adoption rates among smallholder farmers, insurance providers have partnered with risk aggregators such as microfinance institutions to foster the demand for and uptake of WII. Despite this, demand for WWI remains low. This chapter seeks to explore the gap between the assertion, that WII is a promising risk transfer mechanism for smallholder farmers in SSA and the realisation that, even where microfinance is made available, subscription rates among smallholder farmers rarely rise. The practice of linking insurance with credit is considered to be important because, in principle, when smallholder farmers have access to insurance, they pose less risk to creditors. In this sense, insurance can crowd-in credit, the lack of which has long been identified as a major, if not the main, constraint for smallholders in developing countries.

In a developing world context, weather based index insurance is emerging as a potential financial adaptation for poor populations that have historically been excluded from financial markets. Index insurance has potential drawbacks as well as benefits and there are a number of practical implementation challenges. However, as index insurance is sensitive to threshold crossing extreme event (TCE) frequency and as climate change renders the climate system non-stationary, there is a need to assess how the frequency of extreme events may change as the climate system evolves. In an effort to address this research question for both hydroclimatological extremes (floods and droughts) and their associated risks, this dissertation explores the potential long-term viability of drought index insurance contracts for subsistence millet farmers and flood index insurance contracts for irrigated rice farmers in the West African Sahel nations of Mali, Burkina Faso and Niger. Potential hypothetical contracts were chosen on the basis of correlation analysis and Gerrity skill analysis between multiple potential geophysical indices and national crop production data. Monte Carlo statistical methods are used extensively to simulate future streamflow and precipitation scenarios and are integrated with global climate model projections of precipitation. TCE frequency is found to be particularly sensitive to multi-decadal variability (MDV) and to changes in the mean (and less sensitive to changes in the variability). Moderate changes in the mean can have a more than two fold impact on the TCE frequency and multi-decadal variability typical of the region is shown to have a significant effect on the likelihood of a large number of TCEs in a specified time window. These changes to TCE frequency have important implications for both the actuarial and uncertainty related costs of index insurance over time; thereby creating challenges for long term index insurance viability. While specific results are simulation dependent, the more extreme scenarios indicate that there may be important limitations to the viability of index insurance in the future.

Over the past decade, therefore, policy makers and economists have increasingly focused on potential mechanisms for expanding risk management strategies available to those families. Commercially provided weather-based index insurance products, perhaps partially funded by subsidies, have been of particular interest because of their apparent potential to provide payments to smallholder families when they are most in need of help. However, the empirical evidence from a wide range of studies indicates that, absent relatively substantial subsidies, small holder farmers will not purchase commercially priced index products or even "all risk” products where payments are tied to the farm's crop losses. There are three important reasons why this is the case. First, smallholder farmers already have many ways of managing their risks, including informal community-based initiatives, on-farm production decisions and off-farm work. Second, index insurance schemes are subject to considerable basis risk; families often do not receive an index insurance indemnity when they experience a substantial crop loss on their farms. Third, the fixed costs of delivering crop insurance to smallholders make such coverage expensive. The potential market for weather index insurance therefore may be limited to insuring relatively large groups of farmers, either directly or indirectly though providing micro finance and other lending institution with coverage against widespread loan defaults associated with catastrophic events like major droughts. Alternatively, weather indexes could simply be used to more accurately target emergency aid.

Although these tools are intimately related, work has not been done to formalize the connections between them. We investigate the relationship between the risk management tools through a model of input choice under uncertainty, forecasts, and insurance. While it is possible for forecasts to undermine insurance, we find that when contracts are appropriately designed, there are important synergies between forecasts, insurance, and effective input use. Used together, these tools overcome barriers preventing the use of imperfect information in production decision making.
