Partial equilibrium models are standard in IO. Typically the labor market is ignored. The advantage of this method is that it is possible to analyze more complex situations, for example strategic behavior. But by including the wage bargaining process new insights into problems of industrial economics can be obtained. In this book for the first time the analysis of trade union wage bargaining is combined with models of vertically connected oligopolies. The following questions are analyzed: - How does the institutional setting of the wage bargaining process influence the outcome in the product market? Does the product price depend on the level where the bargaining takes place (at the firm level, at the sector level or at the industry level)? - Does wage bargaining influence the industrial structure? Does the firms' incentive for vertical integration change with the institutional setting of the wage bargaining? - Does the institutional setting of the wage bargaining influence the firms' incentive to use franchising contracts? As a result the specification of the institutional setting of the wage bargaining matters. Therefore the bargaining power of the unions should be an additional factor in the field of IO.

We analyze whether this evaluation is also justified in a Cournot-oligopoly with free but costly entry. If input markets are competitive and output per firm declines with the number of firms (business stealing), there is excessive entry into such oligopoly. If trade unions raise wages above the competitive level, output and profits per firm decline, which could deter entry and thus improve welfare. We find that an increase in the union's bargaining power raises welfare if the (inverse) demand curve is (sufficiently) concave. We also show that collective bargaining loosens the linkage between business stealing and excessive entry.

Book excerpt: This paper studies the incentives for firms and unions to establish profit sharing contracts as a strategic instrument in a Cournot product market oligopoly with decentralized and centralized wage bargaining. Therefore, we examine the stability of these institutional arrangements and show that unions and firms collectively prefer classical wage contracts. However, under decentralized wage bargaining individual firms and unions have incentives to replace classical wage contracts by profit sharing agreements. Under a centralized wage bargaining system semi-collusion - where firms collude over the form of the labor contract but set product market quantities in a competitive fashion-is externally and internally stable. It can be shown that firms do not have incentives to deviate to negotiate separate firm-level wages unless profit-sharing is feasible. Hence, the possibility to conclude profit-sharing agreements can destabilize the so-called semi-collusive agreement and lead to more decentralized wage negotiations.
