The report's main messages are: The current trade patterns are unsustainable in the longer term because they depend heavily on temporary factors. Significant export diversification is critical for export to become a reliable source of future economic growth. The main obstacles to furthering Ukraine's trade integration are domestic and relate to serious deficiencies in the business environment, specifically in customs administration, standardization, and administrative barriers for new entry require immediate attention. To utilize its potential, it needs to drastically increase inward foreign direct investment (FDI). The policy of global trade integration should be given priority over regional integration processes. Completing WTO accession is an over-riding policy priority for Ukraine. A simultaneous push toward free trade arrangements in both directions (EU and CIS) fits well with Ukraine's longer-term interests. Efforts to advance free trade should be de-linked from other policy objectives (such as EU membership and CIS Customs Union).

In the following year the Working group on Ukraine's accession was established. But successive Ukrainian governments had to sideline the issue of WTO accession, as the country went through a decade of unprecedented and severe economic decline. Only in the year 2000 the Ukrainian economy started to achieve positive real economic growth. Since then Ukraine embarked on a stable path of economic growth and continues to grow even under conditions ofa sluggish world economy and protectionist reflexes in some ofUkraine's export markets. According to the macroeconomic forecast of the Institute for Economic Research and Policy Consulting Ukrainian GDP will grow by 5,4% in 2003 in real terms and by 5,I% 1 in 2004. For Ukraine WTO accession is of special importance. Ukraine records an extremely high exports-to-GDP ratio of over 60% - almost twice the ratio for Germany.' The large ratio and the little diversified structure ofUkraine's imports and exports make Ukraine seriously vulnerable to external shocks resulting from changes in trade regimes. Joining the WTO, trade among WTO members amounting to more then 90% of world trade, could reduce the risks related to external trade and Ukraine could derive substantial economic and hence welfare benefits from the membership in WTO.

Book excerpt: This book examines the feasibility, content and likely economic impact of a free trade agreement between the European Union and Ukraine. The authors find that a simple and shallow free trade agreement, adding only the elimination of tariffs on trade in goods to the conditions for Ukraine's accession to the WTO, is the most easily feasible option, but would yield only modest benefits for Ukraine and less still for the EU. By contrast, they argue that a deep free trade agreement with the EU, while posing more difficult issues of feasibility, could be a centerpiece of an economic strategy leading Ukraine into rapid growth. Politically, this step would be consistent with Ukraine's European choice and would also be of value to the EU economy in meeting the challenges of globalization and Asian competition. It is a democracy and has transformed into a market economy with predominant private ownership. Ukraine's postcommunist transition has been one of the most protracted and socially costly, but it has taken the country to a desirable destination. Åslund's vivid account of Ukraine's journey begins with a brief background, where he discusses the implications of Ukraine's history, the awakening of society because of Mikhail Gorbachev's reforms, the early democratization, and the impact of the ill-fated Soviet economic reforms. He then turns to the reign of President Leonid Kravchuk from 1991 to 1994, the only salient achievement of which was nation-building, while the economy collapsed in the midst of hyperinflation. The first two years of Leonid Kuchma's presidency, from 1994 to 1996, were characterized by substantial achievements, notably financial stabilization and mass privatization. The period 1996–99 was a miserable period of policy stagnation, rent seeking, and continued economic decline. In 2000 hope returned to Ukraine. Viktor Yushchenko became prime minister and launched vigorous reforms to cleanse the economy from corruption, and economic growth returned. The ensuing period, 2001–04, amounted to a competitive oligarchy. It was quite pluralist, although repression increased. Economic growth was high. The year 2004 witnessed the most joyful period in Ukraine, the Orange Revolution, which represented Ukraine's democratic breakthrough, with Yushchenko as its hero. The postrevolution period, however, has been characterized by great domestic political instability; a renewed, explicit Russian threat to Ukraine's sovereignty; and a severe financial crisis. The answers to these challenges lie in how soon the European Union fully recognizes Ukraine's long-expressed identity as a European state, how swiftly Ukraine improves its malfunctioning constitutional order, and how promptly it addresses corruption.

Book excerpt: The dissolution of the Soviet Union in 1991 has led to the independence of fifteen new states. Twelve of these, including Ukraine, joined the Commonwealth of Independent States (CIS) whose goal was to form a common economic space with free movement of goods, labor and capital. Twenty five years later, CIS countries still face important trade policy choices, the implementation of which is conditional on the quality of governance and infrastructure. The evaluation of these policy choices gains therefore considerable importance. Using an unbalanced panel data set of bilateral export flows among 159 economies, we estimate the gravity model of trade using alternative estimation approaches that account for zeros in trade: Heckman, Poisson pseudo-maximum likelihood and Martin-Pham Tobit. Our empirical results show robust outcomes and advocate importance of WTO membership, governance and effective distance (corrected for infrastructure). Using scenario analyses we assess counterfactuals for Ukraine and find, for example, that improved infrastructure would on average lead to a 22% increase in Ukrainian exports while improved governance would, ceteris paribus, almost double its trade. Most of these changes originate from the intensive margin of trade.

However, in free trade agreements involving the European Union, agriculture is always given special treatment and subject to less and slower liberalization than other sectors. This paper employs the standard Global Trade Analysis Project model in order to assess how World Trade Organization accession affects agriculture in Ukraine, and how potential bilateral tariff cuts may interact with potential productivity gains within Ukrainian agriculture. The results indicate that, due to trade liberalization, Ukraine can expect gains from a more efficient allocation of its resources in line with comparative advantage, leading to an increase of production and exports of wheat, other grains, and oilseeds, but also of several processed food products that benefit from less expensive intermediate inputs. However, Ukraine's exports are concentrated on a small number of destinations, especially Russia and some other Former Soviet Union countries because they fail to meet quality standards elsewhere. When Ukrainian production of these products increases due to increased allocative efficiency, exports to Russia increase further and prices there fall, generating negative terms of trade effects that largely offset the allocative gains. Ukrainian imports of agricultural products increase as well, partly because Ukrainian consumers switch to higher quality imported goods even though domestic production increases. Regarding free trade agreement negotiations with the European Union, these results highlight for Ukraine the fact that improved agricultural productivity will help to get most out of improved market access. However, the results also highlight for Ukraine the great importance of adopting internationally accepted quality standards in order to diversify its export structure.

The methodology is applied to compare trade potential of Ukraine under three counterfactual scenarios: joining CU, signing FTA with EU, and joining EU. The analysis indicates that the current trade policy of Ukraine creates high trade policy uncertainty, resulting in underperformance of exports to CU and EU countries. The expected long run gains in Ukrainian exports to all countries under the CU scenario are equal to 17.9 percent over the export level in 2009-2011, under the FTA EU scenario - 36 percent, and under the full EU scenario - 46.1 percent.
