Book excerpt: Malaysia, a country of approximately 16 million people which gained independence in 1957, relied heavily on trade to achieve substantial growth in GNP during the 1960s (6.7 percent per year) and 1970s (10.5 percent per year). In the period 1980-83, however, the rate slipped to 3.1% per year. Malaysia's traditional exports are natural rubber and palm oil, but in the 1970s the country also became an important exporter of crude oil. During the study period (1960-83), government intervention through the taxation of natural rubber and palm oil has made the cultivation of these two products less profitable for farmers while also reducing foreign exchange earnings. In contrast to its policies for natural rubber and palm oil, Malaysia steadily intervened in the price of rice during the study period to improve producer prices. Direct intervention in rice prices has taken the form of a guaranteed minimum price which was raised substantially in the late 1970s. Agricultural pricing policies in Malaysia have been remarkably stable over time. In return, the Malay paddy farmers have faithfully supported the moderate Malay political parties, hence, keeping the pro-development political coalition in power throughout this period.

But intervention in the workings of the cocoa sector contributed heavly to the country's inability to achieve prosperity and stability after 1957. During the decades since independence in 1957, direct intervention in Ghana's all-important cocoa sector has been in the hands of a Cocoa Marketing Board (CMB), which sets annual producer prices, purchases the crop from domestic producers and markets it to foreign buyers. Although the chief reason for creating the CMB was to assure Ghana's cocoa farmers a stable and decent income, the agency's direct intervention helped to keep producer prices lower than they might have been otherwise. The government's direct and indirect intervention in the cocoa market, according to the study, far outweighed its incentives to cocoa producers. Moreover, most of the benefits of these incentives went to large producers rather than the far more numerous smallholders. Another important finding of this study is that government regulation of the cocoa sector had the serious negative long-term effect of deferring the replacement of old coffee trees with new ones.

Empirical evidence shows that price and exchange rate transmission for agricultural products is low in most developing economies, partly because of trade policies but also because of inadequate infrastructure and other market deficiencies. During the last 20 years, developed and developing countries generally have moved away from support policies that impede price and exchange rate transmission toward trade policies that allow transmission, such as tariffs. The Uruguay Round Agreement on Agriculture of 1994 strongly encouraged this development. Despite these policy changes, market deficiencies remain as a cause of incomplete transmission. Incomplete transmission weakens countries' integration into world agricultural markets and thereby reduces agricultural trade potential. Low transmission in developing countries also decreases their own benefits from trade, including the gains they could realize if there is further global agricultural liberalization.
