The implementation of R&D tax credit schemes, however, varies across countries. The empirical research on the effectiveness of R&D tax incentives suggests that the strength of company responses (in R&D expenditures) to more generous tax incentives substantially differ across countries. We use data from 25 OECD countries, collected from 2010 to 2018, to explore the relationship between a set of R&D tax scheme features and innovation performance. Our estimation results show that the business sector R&D expenditure is higher among those countries that have implemented either an R&D tax credit scheme with an incremental deduction basis or a hybrid scheme with both volume-based and incremental tax relief components. The input additionality is highest when the R&D tax incentives are based on the incremental deduction. Further, the hybrid tax credit scheme positively relates to innovation output. The business sector R&D investment are higher in the countries with an R&D tax credit scheme that provides favorable treatment for SMEs or option to carry forward unclaimed R&D tax credits.

We exploit a change in the asset-based size thresholds for eligibility for R & D tax subsidies and implement a Regression Discontinuity Design using administrative tax data on the population of UK firms. There are statistically and economically significant effects of the tax change on both R & D and patenting (even when quality-adjusted). R & D tax price elasticities are large at about 2.6, probably because the treated group is from a sub-population of smaller firms and subject to financial constraints. There does not appear to be pre-policy manipulation of assets around the thresholds that could undermine our design. Over the 2006-11 period aggregate business R & D would be around 10% lower in the absence of the tax relief scheme. We also show that the R & D generated by the tax policy creates positive spillovers on the innovations of techno-logically related firms.

Book excerpt: In a follow up of the November 2006 Communication "Towards a more effective use of tax incentives in favour of R&D" (COM(2006)728), the expert group "R&D tax incentives evaluation" was established to address the need to improve the evaluation of R&D tax incentives, both at individual firm level and on the economy at large, building on identified best practices from the EU and abroad. The key issue examined was the coherence between the methodologies used for evaluating the effectiveness of R&D tax incentives in Europe as to facilitate the comparison of evaluation results and foster mutual policy learning amongst Member States. Findings are summarised in the report "Comparing practices in R&D tax incentives evaluation". In 2009, the tax expert group re-examined the current guidelines on the design and evaluation of R&D tax incentives (first developed in 2005), assessed the impact of tax incentive schemes on R&D investment location, and analysed the relationship between tax incentives schemes and R&D collaboration. The work of the group also examined the role of financing constraints on the ability of firms to undertake R&D investments. A one day workshop with national experts from Member States was held in Brussels in October 2009. This final report of the group comprises a main report and annexed papers covering: the effect of R&D tax incentives on location of R&D investment, tax incentives for industry-science collaboration, financing constraints for industrial innovation, and summaries of R&D tax incentive schemes in EU and non-EU countries. It provides important insights for ongoing policy discussions on best-practice in the design, implementation and evaluation of R&D tax incentive schemes.

The program provides a reduced corporate income tax to certificated HNTEs. By distinguishing research expenses from development costs, we examine if the tax incentive program affects firms' composition of R&D investment, based on a sample of Chinese listed firms. The results indicate that the tax incentive program encourages firms to focus more on development than on research. The effects are also found to be heterogeneous among the first-time, repeated, and one-time certification users. The results imply that tax incentives prompt firms to invest in short-term development opportunities with promising private returns. Conversely, they are less likely to stimulate risky research projects with potential high rates of social and long-term economic returns. Our study highlights the importance of understanding the behavioral additionality effects for innovation policy evaluations and better policy designs.

In the absence of an exogenous policy reform, the simultaneous determination of companies’ tax positions and their R&D spending causes an identification problem in evaluating tax incentives. To overcome this identification challenge, we exploit a U.K. policy reform and use the population of corporation tax records that provide precise information on the amount of firm-level R&D expenditure. Using difference-in-differences and other panel regression approaches, we find a positive and significant impact of tax incentives on R&D spending, and an implied user cost elasticity estimate of around -1.6. This translates to more than a pound in additional private R&D for each pound foregone in corporation tax revenue.

Book excerpt: This paper investigates whether an increase in the R&D tax credit rate stimulates firms' incremental R&D spending, and whether firms plan their R&D spending to take advantage of additional tax credits for incremental R&D spending. We find that the increase in the credit rate has a positive effect on the R&D spending of high-tech firms with taxable status, but does not have the same positive effect on non-high tech firms. In magnitude terms, the increased R&D spending for high-tech (non-high tech) firms is about 27% (6.6%), or 16.78% for the overall sample, which translates into credit-induced increase in R&D spending in Taiwan at $4.58 per dollar of revenue forgone. These results indicate that tax incentives alone may not be effective to increase R&D spending if firms do not have profitable innovation opportunities. Further, we find that when the tax incentive is structured as a credit based on incremental R&D spending over a moving-average base, firms opportunistically time their R&D spending patterns to obtain additional tax credits, resulting in greater variability in R&D spending and potentially unintended loss of tax revenues. This study contributes to the ongoing global debate about the efficacy of tax policies towards R&D, especially in emerging economies, by providing first-time firm-level evidence from a large cross-section of Taiwanese firms.
