The model is calibrated to data for the Czech Republic, where population aging is proceeding at a pace comparable to that in other advanced countries in Europe. Simulations show that population aging is likely to slow economic growth and improvements in living standards. Although reforms to raise labor force participation and productivity growth can mitigate these adverse effects, they are unlikely to eliminate the need for fiscal reforms. The budget will come under pressure from rising age-related expenditures, and consolidation will be needed to preserve debt sustainability.

Over the next few decades, the number of children will decline relative to the number of older adults. Population aging is the result of a slow but sustained reduction in mortality rates, given increases in life expectancy and fertility. These trends reflect welcome long-term improvements in welfare and in economic and social development. But this process also entails policy challenges: many public institutions—including education, health, and pension systems and labor market regulations—are designed for a different demographic context and will need to be adapted. When We’re Sixty-Four discusses public policies aimed at overcoming the two main challenges facing Latin American countries concerning the changing demographics. On one hand, older populations demand more fiscal resources for social services, such as health, long-term care, and pensions. On the other, population aging produces shifts in the proportion of the population that is working age, which may affect long-term economic growth. Aging societies risk losing dynamism, being exposed to higher dependency rates, and experiencing lower savings rates. Nonetheless, in the interim, Latin American countries have a demographic opportunity: a temporary decline in dependency rates creates a period in which the share of the working-age population, with its associated saving capacity, is at its highest levels. This constitutes a great opportunity in the short term because the higher savings may result in increases in capital endowment per worker and productivity. For that to happen, it is necessary to generate institutional, financial, and fiscal conditions that promote larger savings and investment, accelerating per capita economic growth in a sustainable way.

It draws upon the macroeconomic assumptions developed by the Ageing Working Group attached to the Economic Policy Committee and the Directorate General for Economic and Financial Affairs for the purpose of making age related expenditure projections. The paper presents and analyses projections of the impact of ageing populations on the labour market using a refined cohort approach by age and gender, as well as projections for potential economic growth rates up to 2050. The projections point to pressing economic policy challenges for the EU. From an economic perspective, potential growth rates and living standards are projected to fall to levels below those observed in recent decades: moreover, the sources of economic growth will alter over time, with productivity becoming the dominant source. Fiscal challenges will come from both a higher share of the total population in older age cohorts and a decline in the share of the population that is economically active. As regards policy conclusions, the paper underlines the critical need for further labour market reforms, and the possible need for the EU to look beyond the Lisbon employment targets and deadlines. Even if the EU as a whole achieves the Lisbon employment targets, this will not be sufficient to offset the effects of demographic change and considerable unused labour capacity would remain in many Member States. The paper also argues that ageing is an evolving process, and that a key challenge will be to develop labour market and welfare state policies that are sustainable in the face of uncertain economic and demographic developments. Current financing problems in pension schemes stem to a large extent from the failure of contribution/entitlement parameters in public pension schemes to adjust in the face of increased life expectancy. It will be important to ensure that retirement behaviour takes due account of future increases in life expectancy.

Given the uncertainty underlying the population projections and associated large fiscal risks, a multi-pronged approach will be required. This could include entitlement reform—starting now but at a gradual pace; policies that affect demographics and labor markets; and better tax systems and more efficient public expenditure.
