Book excerpt: We consider the saddlepoint approximation methods for pricing derivatives whose payoffs depend on the discrete realized variance of the underlying price process of a risky asset. Most of the earlier pricing models of variance products and volatility derivatives use the quadratic variation approximation as the continuous limit of the discrete realized variance. However, the corresponding discretization gap may become significant for short-maturity derivatives. Under L evy models and stochastic volatility models with jumps, we manage to obtain the saddlepoint approximation formulas for pricing variance products and volatility derivatives using the small time asymptotic approximation of the Laplace transform of the discrete realized variance. As an alternative approach, we also develop the conditional saddlepoint approximation method based on a given simulated stochastic variance path via Monte Carlo simulation. This analytic-simulation approach reduces the dimensionality of the simulation of the discrete variance derivatives; and in some cases, the simulation procedure of the realized variance can be effectively performed using an appropriate exact simulation method. We examine numerical accuracy and reliability of various types of the saddlepoint approximation techniques when applied to pricing derivatives on discrete realized variance under different types of asset price processes. The limitations of the saddlepoint approximation methods in pricing variance products and volatility derivatives are also discussed.

Book excerpt: The Gaussian factor copula model, the standard model in today's synthetic CDO markets, has been criticized for its inability to simultaneously fit the prices of individual CDO tranches. A Double-t factor copula has been proposed as a more realistic alternative. This study inves- tigates the empirical performance of these two models under the large homogeneous portfolio approach (LHP) using a large dataset from the DJ iTraxx Europe credit index. Aside from overall model fit, we analyze the models' ability to produce adequate delta hedging programs with respect to the underlying index. Motivated by disappointing results, we experiment with a way to incorporate correlation variability in the computation of deltas. We can confirm the findings of previous studies that the Double-t copula describes market prices more realistically. A Double-t specification with three and four degrees of freedom for market and ideosyncratic factor, respectively, is found to provide the best overall fit under the LHP approach. However, the better overall fit of the model comes at a cost in terms of pricing versatility: On 65 out of the 307 days in the sample, the model cannot reproduce the market prices of the second loss tranche for any level of correlation. When JPMorgan base correlations are used, model failure is reduced to one occurrence in the dataset. The LHP Gaussian model, by contrast, exhibits no such difficulties. Judging by tracking error and RMSE, the historical delta hedging performance of both models is unsatisfactory. Neither of the models' deltas provide a convincing reduction in port- folio variability over an unhedged benchmark. And neither of the models clearly outperforms the other. Poor performance is mainly due to large implied correlation fluctuations, in par- ticular in the 2005 credit crisis. To account for this problem, we explore whether hedging performance can be improved by incorporating a relationship between implied correlati.
