In effect, a short sale is a bet that a stock's price will fall. A short sale is said to be "naked" if the broker does not in fact borrow shares to deliver to the buyer. When executed on a large scale, naked short sales can equal a large portion of total shares outstanding, and can put serious downward pressure on a stock's price. Critics of the practice characterize it as a form of illegal price manipulation. The Securities and Exchange Commission (SEC) recently adopted rules designed to control short selling abuses, but calls for further restrictions on the practice continue. This report describes the mechanics of short selling, summarizes the new SEC rule, and analyzes the impact of short selling in the marketplace. It will be updated if events warrant.

Book excerpt: Recent amendments to SEC Regulation SHO (originally adopted in 2004) have implemented hard close requirements for fails to deliver which often follow the naked short selling of stock (selling short without having borrowed the shares). Naked short selling is frequently a central plank in a program designed to manipulate (illegally) securities prices. Hard close requirements have cut the fails to deliver by 50 percent, or more, from considerably over 1 billion shares per day. Those requirements have also created, however, before the fact, added impetus for the borrowing of stock. Recently, a middleman for a stock borrowing agency was convicted of securities fraud in the Eastern District of New York. By and large, though, regulation of stock borrowing and stock borrowing programs are unregulated, with the result that individual investors who lend shares of stock receive little or no disclosure and are often pigeons waiting to be plucked by short sellers and others. This article advocates regulation by the SEC of stock borrowing programs. Alternatively, the article argues that under existing law, stock borrowing programs and participation in them are investment contracts, and therefore securities. The ramification is that as a matter of common law stock lenders are entitled to full and fair disclosure by those who offer to borrow, or do borrow, shares.

However, this regulation has been criticized in the literature for reducing market quality. Contrary to other findings, I show that this regulation deters uninformed traders, and improves the informativeness of naked short sellers. In particular, after 2008, the aggregate naked short selling activity has increased in information content, and has become significantly connected to the percentage of net short positions in the E-Mini stock index futures markets. Consistent with the increased informativeness of naked short sellers, I find that the market views excessive and persistent naked short selling activity as a bearish signal only after 2008.

Book excerpt: Naked short selling occurs when a short seller fails to deliver shares on the settlement day. The business press and many corporate managers characterize it as abusive price manipulation, alleging that selling nonexistent shares causes a price decline regardless of fundamentals. To curtail the practice, the SEC issued regulations, first to restrain and later to prohibit all naked short selling (i.e., Reg. SHO in 2004 and its amendment in 2009). Contrary to allegations, I find that the naked short selling component of total short interest is significantly associated with accounting and market fundamentals, indicating proper information usage. Further, naked short interest is highly significant in predicting one-quarter ahead abnormal stock returns, and it dominates covered short interest when both measures are included. I also calculate returns from a zero-investment trading strategy that buys (sells) shares with low (high) levels of both covered and naked short interest. I find abnormal returns are approximately 3.9 times larger than when using only covered short interest. Empirical evidence therefore indicates that recent actions by regulators to eliminate naked short selling are likely to impede arbitrage and thereby reduce market efficiency.
