He presents several methodologies that can be used to set benchmarks for the pricing level of deposit insurance in a country, and quantifies how specific design features affect the cost of deposit insurance.The author makes several contributions to our understanding of what drives the price of deposit insurance. For example, he shows how risk diversification and risk differentiation within a deposit insurance system can reduce the price of deposit insurance. Laeven also finds that deposit insurance is underpriced in many countries around the world, notably in several developing countries. More important, his estimates suggest that many countries cannot afford deposit insurance.Deposit insurance is unlikely to be a viable option in a country with weak banks and institutions. The author does not recommend a funded deposit insurance scheme, but rather he argues that for countries that have adopted or are adopting deposit insurance and have decided to pre-fund it, pricing it as accurately as possible is important.This paper - a product of the Financial Sector Strategy and Policy Department - is part of a larger effort in the department to study the costs and benefits of deposit insurance. It follows the approach of Merton who viewed deposit insurance as, essentially, a put option on the value of the bank's assets. Three models are analysed, each embodying a different assumption about the bank closure rule. First, it is assumed that closures occur on given (annual) audit dates if the banks assets are less than its total insured deposits. Second, an endogenous closure rule is considered where the authorities allow the ailing bank to continue operating as long as the shareholders are willing to meet its operating losses. Third, an extension of model two is analysed where the authorities themselves can subsidise the ailing bank, thus postponing liquidation.The paper then estimates the value of deposit insurance in these three models using share price data from eight large UK banks. For each model the deposit insurance premiums vary significantly across banks and across models (though bank rankings across models was relatively stable).The paper concludes that option pricing models do not provide a useful guide for setting the level of deposit insurance premiums. They could, however, give insights as to the relative cost of deposit insurance across banks.

Book excerpt: Previous empirical studies that use an option pricing model to estimate deposit insurance costs have been limited to banks that issue publicly traded securities: a bank's security prices are used to infer its risk characteristics. However, if deposit insurance costs are needed for privately held banks, as would be the case under a system of risk-based insurance premiums, then an alternative method is required. This paper presents a quot;market comparablequot; approach for valuing private banks' deposit insurance. The approach first uses information on public depository institutions to identify the statistical relationships between a bank's supervisory accounting data and its risk characteristics derived from equity market data. Second, it uses these relationships to predict the risk characteristics of a private depository institution based on its supervisory accounting data. This approach is applied to over 7000 private banks and thrifts to estimate their risk characteristics and their implied risk-neutral and physical probabilities of insolvency. For the vast majority of institutions, these risk characteristics and insolvency probabilities are within a reasonable range.
