The economic consequences and political fallout that arose from this crisis persist. California’s economy continues to suffer and the state’s treasury is deeply in debt. The state’s three investor-owned utilities were nearly financially decimated. San Diego Gas & Electric has recovered to a greater degree than the other two only because its retail prices are about three times the national average and, for a time, well above the other two IOUs in California. Southern California Edison has recently been restored to investment grade and was granted a rate increase. Pacific Gas & Electric is emerging from bankruptcy. This book discusses all of this in greater detail. The problems and consequences arising from California’s ill-fated foray into electricity market restructuring could damage the state for years to come. Challenges of this nature are not new to the Golden State. In the past, as we explain here, pragmatic, not entrenched, approaches have worked best in California. If California is to relatively quickly restore its previous enviable economic vitality and recover from the damage done to tarnish its luster, pragmatic approaches must again be used.

Book excerpt: We study the electricity consumption of San Diego-area households following a series of price changes and related events during California's energy crisis in 2000-01. The analysis uses a five-year panel of disaggregate billing and weather data for a random sample of 70,000 households. In contrast to prior work, these data allow us to proceed without behavioral assumptions regarding a consumer's knowledge of energy prices. We find that after a rapid price increase in summer 2000, consumption fell substantially over about 60 days, averaging 12 to 13% per household; consumption then rebounded to within 3% of pre-crisis levels after a price cap was imposed. Under the price cap, public appeals for energy conservation and a remunerative voluntary conservation program had significant, but transitory, effects. Further, a large share of households reduced electricity consumption substantially (over 10%) but saved small monetary amounts ($10 or less). Overall, the results indicate consumers may be far more responsive to pecuniary and non-pecuniary incentives for altering their energy use than is commonly believed.

Book excerpt: Abstract: We study price convergence between the two major markets for wholesale electricity in California from their deregulation in April 1998 through November 2000, nearly the end of trading in one market. We would expect profit-maximizing traders to have eliminated persistent price differences between the markets. Institutional impediments and traders' incomplete understanding of the markets, however, could have delayed or prevented price convergence. We find that the two benchmark electricity prices in California -- the Power Exchange's day-ahead price and the Independent System Operator's real-time price -- differed substantially after the markets opened but then appeared to be converging by the beginning of 2000. Starting in May 2000, however, price levels and price differences increased dramatically. We consider several explanations for the significant price differences and conclude that rapidly changing market rules and market fundamentals, including one buyer's attempt to exercise a form of monopsony power, made it difficult for traders to take advantage of opportunities that ex post appear to have been profitable.

Book excerpt: Over their two years of existence since deregulation began, the electricity markets operated by the California Power Exchange [PX] and Independent System Operator [ISO] have often seen wide price fluctuations and numerous episodes of prices clearly above marginal costs of generation. Both economists and transactors have frequently attributed such phenomena to market power and to "gaming" of the interrelated markets, and concluded that redesigns or other interventions are necessary. We re-examine these claims by tracing the decisions a generator must make in a day, the evolution of information available to it, and the costs and benefits of commitments to different bidding strategies. If generators can operate in several markets that are subject to different price caps, inferences of market power based on comparisons betweeen bids and operating costs are questionable. Bids into a given market must cover a generator's opportunity costs of participating in other markets or in bilateral transactions, and opportunity cost is best estimated by the expected price at which some other market clears. We thus question the conclusions of numerous prior studies of market power in California that have compared prices with booked costs to the neglect of foregone opportunities. Instead of a simple choice between operating in a single market or not producing, a California generator must make over 500 bidding decisions and over 100 decisions on capacity allocation in the course of 24 hours.
