We consider two competing Internet service providers (ISPs), which act as platforms between Internet users and content providers (CPs). One of the ISPs is vertically integrated and provides the other (non-integrated) ISP with access to its last-mile network. We study the impact of the access price on the termination fees charged by the ISPs to CPs for carrying their traffic. First, we show that the termination fee set by the integrated ISP increases with the access price, whereas the termination fee of the non-integrated ISP can either increase or decrease with it. Second, we show that there is negative relationship (“waterbed effect”) between the access price and the total termination fee paid by the CPs. As a consequence, it may be socially optimal for the regulator to set the access price above cost when termination fees are left to the market.

When access is monopolized, we find that generally net neutrality regulation (that imposes zero fees 'on the other side' of the market) increases total industry surplus compared to the fully private optimum at which the monopoly platform imposes positive fees on content and applications providers. Similarly, we find that imposing net neutrality in duopoly increases total surplus compared to duopoly competition between platforms that charge positive fees on content providers. We also discuss the incentives of duopolists to collude in setting the fees 'on the other side' of the Internet while competing for Internet access customers. Additionally, we discuss how price and non-price discrimination strategies may be used once net neutrality is abolished. Finally, we discuss how the results generalize to other two-sided markets.

We study the effect of a net neutrality regulation on capacity investments in the market for Internet access, and on innovation in the market for content. Under the alternative discriminatory regime, platforms charge a priority fee to those CPs which are willing to deliver their content on a fast lane. We find that under discrimination investments in broadband capacity and content innovation are both higher than under net neutrality. Total welfare increases, though the discriminatory regime is not always beneficial to the platforms as it can intensify competition for subscribers. As platforms have a unilateral incentive to switch to the discriminatory regime, a prisoner's dilemma can arise. We also consider the possibility of sabotage, and show that it can only emerge, with adverse welfare effects, under discrimination.

Governments all over the world have been investigating whether legislative or regulatory action is needed to limit the ability of providers of Internet access services to interfere with the applications, content and services on their networks. Net neutrality comprises two separate non-discrimination commitments. Backward-looking ‘net neutrality lite’ claims that Internet users should not be disadvantaged due to opaque and invidious practices by their current Internet Service Provider (ISP). Forward-looking ‘positive net neutrality’ is a principle whereby higher Quality of Service (QoS) for higher prices should be offered on fair, reasonable and non-discriminatory (FRAND) terms to all-comers. Neither extreme in the debate is an optimum solution. There is too much at stake to expect government to supplant the market in providing higher-speed connections, or for the market to continue to deliver without basic policy and regulatory backstops to ensure continued openness. Permitting content discrimination on the Internet will permit much more granular knowledge of what an ISP’s customers are doing on the Internet. A co-regulatory regime will ensure oversight and remove the most obvious abuses by fixed and mobile ISPs. Beyond rules that forbid network providers from blocking applications, content and services, non-discrimination rules are a key component of any network neutrality regime. This analytical study provides background on the debate over network neutrality, including the implications for business models going forward that have been attempted and that are currently in play. This article explains for a global policy audience what the regulatory and governance problems and potential solutions are for the issue referred to as ‘network neutrality’, unpacking its ‘lite’ and ‘heavy’ elements. Eschewing technical, economic or legalistic explanations previously tackled elsewhere, it explains that increasing Internet Service Provider (ISP) control over content risks not just differentiated pricing and speed on the Internet. It explains that a co-regulatory regime may ensure regulatory oversight and remove obvious abuses by fixed and mobile ISPs, without preventing innovation, while guarding against government abuse of the censorship opportunities provided by new technologies.

It presents the history of the ongoing network neutrality debate, the various concepts it encompasses, and also some mathematical developments illustrating optimal strategies and potential counter-intuitive results, then extends the discussion to connected ICT domains. The book thus touches issues related to history, economics, law, networking, and mathematics. After an introductory chapter on the history of the topic, chapter 2 surveys and compares the various laws in place worldwide and discusses some implications of heterogeneous rules in several regions. Next, chapter 3 details the arguments put forward by the participants of the net neutrality debate. Chapter 4 then presents how the impact of neutral or non-neutral behaviors can be analyzed mathematically, with sometimes counter-intuitive results, and emphasizes the interest of modeling to avoid bad decisions. Chapter 5 illustrates that content providers may not always be on the pro-neutrality side, as there are situations where they may have an economic advantage with a non-neutral situation, e.g. when they are leaders on a market and create barriers to entry for competitors. The rules the FCC is now considering will shape the Internet ecosystem for many years to come and could have a profound effect on the U.S. economy, place in the world and ultimately on the nature of society. The Internet we know is the direct result of two key characteristics. First, the Internet separates applications from infrastructure, making it possible to create a networked application without knowing anything about the underlying network. Second, every applications is immediately available to every consumer. These two characteristics radically lowered the cost of building and distributing Internet applications, opening the market to a much larger and more diverse pool of creators. For the first time, people without money, connections, or corporate backing could create an application and reach a global audience. Until recently, Internet access providers could not tell if you were watching Netflix, playing Angry Birds, or posting on Facebook. By default, access to the Internet was open. They have now deployed technology that allows them to see what services you are using. This will make it possible for the cable and telephone companies we use to get to the Internet to charge application developers for faster delivery of packets, slow traffic they decide is less important and even block traffic altogether. The Internet has remained a relatively level playing field because of a combination of FCC enforcement actions and Comcast's acceptance of net neutrality principles as a condition of their merger with NBC. Today, those agreements are nearing expiration, and the FCC's ability to enforce open Internet principles has been sharply curtailed by the DC Circuit Court's decision in the Verizon case.

Book excerpt: Supporters of net neutrality have often argued that more competition among Internet service providers (ISPs) is beneficial for an open Internet and that the market power of the ISPs lies at the heart of the net neutrality debate. However, the joint effects of the competition among ISPs and among content providers (CPs) have yet to be examined. We study the critical linkage between ISP competition and CP competition, as well as its policy implications. We find that even under competitive pressure from a rival ISP, an ISP still has the incentive and the ability to enforce charging CPs for priority delivery of content. Upending the commonly held belief that when facing direct competition CPs will always support the preservation of net neutrality, we find that under certain conditions, it is economically beneficial for the dominant CP to reverse its stance on net neutrality. Our paper also makes an important contribution in extending the traditional multi-dimensional spatial-competition literature.
