Book excerpt: The report presents a mathematical model of an inventory problem frequently encountered in practice and studies the nature of the best ordering policy to use for it. At the beginning of each of a sequence of periods an inventory manager must decide whether or not to place an order and, if so, how much of which products. His order is filled immediately and then during the period a random demand draws upon his inventory until at the beginning of the next period he makes another ordering decision. When he orders, a unit cost for each item and a set-up cost for the order are charged. The set-up cost is thus independent of the size of the order and may represent the price of such things as paperwork, tooling up for a production run, or construction of facilities. On the basis of the inventory levels at the end of a period an inventory cost is charged. This represents a holding cost for those products still in stock and a penalty cost for those whose supply is depleted. Since the actual demand is not known but random, the inventory manager does not have full control over the costs he will be charged. It is assumed, however, that he can obtain his expected costs by averaging over the random demands, and his aim then is to use an ordering policy which minimizes his expected costs. As the mathematical inventory literature is quite large it is important to emphasize four distinctive features of the model in this report: periodic review, random demand, set-up costs, and interdependence of product costs. The present study is the most general one known by the author to combine all four attributes.

Finite horizon as well as stationary and nonstationary discounted-cost infinite-horizon problems are addressed. Existence of optimal feedback policies is established under fairly general assumptions. Furthermore, the structure of the optimal policies is analyzed when the ordering cost is linear and the inventory/backlog cost is convex. The optimal policies generalize the base-stock policies in the single-product case. Finally, in the stationary infinite-horizon case, a myopic policy is proved to be optimal if the product demands are independent and the cost functions are separable.

Roughly speaking, economic lot size models deal with production and inventory situations in which the product demand is known in advance and in which the cost functions are concave. The objective of the model is to determine a production schedule, in terms of how much to produce and when, that minimizes overall cost. Another important aspect of the model is that it allows backlogging of unsatisfied demand. The backlogging analysis actually requires consideration of inventory cost functions which are not concave. To treat such situations the piecewise concave function was developed. Basically a piecewise concave function is the maximum of a collection of concave functions. Using the notion of piecewise concavity a small set of production schedules is determined that contains the minimum cost schedule. Dynamic programming algorithms are presented to efficiently calculate the minimum cost schedule for the 'series' and 'parallel' cases. (Author).

However, batch production systems involve complex trade-offs between productivity losses resulting from making too many small batches and the costs of tying up working capital in inventory as large batches. These trade-offs gets magnified as product variety increases. The objective of this research is to develop a simple analytical model for capacitated multi-product batch production systems that could be used to analyze the trade-offs involved in production inventory decisions and their impact on inventory holding costs, customer backorders, and service levels. The objective is to investigate the effect of system parameters such as product variety, production batch size on performance measures such as backorders and service levels.

Optimality of (s, S) policies and (s, S)-type policies have been investigated for various inventory models, including those with discrete- and continuous-time reviews, finite- and infinite-time horizons, discounted- and average-cost objectives, backlogging and lost-sales settings, standard and generalized demand and cost structures, deterministic and stochastic lead times, single- and multi-product settings, and coordinated pricing-inventory decisions. This survey provides a comprehensive review of this highly mature literature dating back to 1951. We discuss model specifications, proof techniques, specific results, and limitations of the papers published on the topic. We conclude the survey by providing suggestions for extensions and directions for future research.
