These countries have essentially two options: a decentralized monetary union (MU) whereby each member country either pegs to the U.S. dollar or dollarizes outright; or a centralized MU with its own currency, its own central bank, and the adoption of common minimum financial standards. A centralized MU is preferable to a decentralized one, although it is more complex and involves significant institution building. On the other hand, a centralized monetary union enjoys the flexibility of counteracting union-wide shocks and gives member countries a say in the conduct of the common monetary policy; neither feature is present in a dollarized economy. A centralized monetary union cannot be built overnight: it took 30 years for EMU to become a reality. We stress a rather long transition approach during which member countries give independence to their national central banks and pursue inflation targeting, while adjusting to idiosyncratic shocks. The final phase would be consummated when economic and financial integration would have made shocks sufficiently symmetric in the region and inflation rates would have converged.

Book excerpt: Academic debate in South America favours a MERCOSUR monetary union based on the euro and the Economic and Monetary Union (EMU), and inspired by the theory of Optimal Currency Area (OCA). This paper aims to discuss whether the adoption of a single currency in the EMU mould of monetary union, is appropriate and feasible for the MERCOSUR. Three lessons are derived for MERCOSUR from the euro and the EMU experience: the adoption of the EMU model of monetary union would imply deflationary policies; there is the dilemma of sequencing between political union and economic integration; and the necessity of accounting seriously the concerns of the OCA literature. The paper also shows that there is no evidence that macroeconomic convergence is evident in MERCOSUR, since the area only minimally achieved some basic criteria defined by the OCA literature.

In fact, the first attempt at integration started as early as 1960, with the creation of LAFTA - the Latin American Free Trade Area (subsequently replaced by LAIA - the Latin American Integration Association). LAFTA, composed of 11 countries, sought, unsuccessfully, to create a free trade area in 12 years. In 1969, the Andean pact, which sought, also unsuccessfully, to create a sub-regional free trade area, was set up. Recently the Presidents of Argentina, Brazil, Paraguay and Uruguay signed the Treaty of Asuncion aimed at creating a common market as from 1st January, 1995. This common market, MERCOSUR, will be completed by 2006. In comparison with the earlier and unsuccessful attempts at integration, and despite challenges and problems, both internal and external, MERCOSUR is working, and trade between the member States is increasing. Furthermore, as with the case of the European Union (EU), serious attempts (notably between Argentina and Brazil) are being made to co-ordinate economic and monetary policies. The most important evidence of these moves is the introduction of hard currencies, the reduction in the size of the public sector and the privatization of State assets. These are clearly exciting times for Latin American integration. In this book, the first in a new series of books on International Economic Integration, the authors examine the experience of MERCOSUR in the Latin American integration progress. After an analysis of the history of the moves towards integration in South America, the case of each Member State and the Associate Country is examined and perspectives for the future are assessed.
