Book excerpt: In this paper we are concerned with the role of factor strength and pricing errors in asset pricing models, and their implications for identification and estimation of risk premia. We establish an explicit relationship between the pricing errors and the presence of weak factors that are correlated with stochastic discount factor. We introduce a measure of factor strength, and distinguish between observed factors and unobserved factors. We show that unobserved factors matter for pricing if they are correlated with the discount factor, and relate the strength of the weak factors to the strength (pervasiveness) of non-zero pricing errors. We then show, that even when the factor loadings are known, the risk premia of a factor can be consistently estimated only if it is strong and if the pricing errors are weak. Similar results hold when factor loadings are estimated, irrespective of whether individual returns or portfolio returns are used. We derive distributional results for two pass estimators of risk premia, allowing for non-zero pricing errors. We show that for inference on risk premia the pricing errors must be sufficiently weak. We consider both when n (the number of securities) is large and T (the number of time periods) is short, and the case of large n and T. Large n is required for consistent estimation of risk premia, whereas the choice of short T is intended to reduce the possibility of time variations in the factor loadings. We provide monthly rolling estimates of the factor strengths for the three Fama- French factors over the period 1989-2018.

Book excerpt: Planning for future movements in asset prices and understanding the variation in the return on assets are key to the successful management of investment portfolios. This thesis investigates issues related to modelling both asset return volatility and the large movements in asset prices that may be induced by the events in the general economy, as random processes, with the implications for risk compensation and the prediction thereof being a particular focus. Exploiting modern numerical Bayesian tools, a state space framework is used to conduct all inference, with the thesis making three novel contributions to the empirical finance literature. First, observable measures of physical and option-implied volatility on the S&P 500 market index are combined to conduct inference about the latent spot market volatility, with a dynamic structure specified for the variance risk premia factored into option prices. The pooling of dual sources of information, along with the use of a dynamic model for the risk premia, produces insights into the workings of the U.S. markets, plus yields accurate forecasts of several key variables, including over the recent period of stock market turmoil. Second, a new continuous time asset pricing model allowing for dynamics in, and interactions between, the occurrences of price and volatility jumps is proposed. Various hypotheses about the nature of extreme movements in both S&P 500 returns and the volatility of the index are analyzed, within a state space model in which the usual returns measure is supplemented by direct measures of physical volatility and price jumps. The empirical results emphasize the importance of modelling both types of jumps, with the link between the intensity of volatility jumps and certain key extreme events in the economy being drawn. Finally, an empirical exploration of an alternative framework for the statistical evaluation of price jumps is conducted, with the aim of comparing the resultant measures of return variance and jumps with those induced by more conventional methods. The empirical analysis sheds light on the potential impact of the method of measurement construction on inference about the asset pricing process, and ultimately any financial decisions based on such inference.

In the first essay (with Yongmiao Hong), "A Simulation Test for Continuous-Time Models," we propose a simulation method to implement Hong and Li's (2005) transition density-based test for continuous-time models. The idea is to simulate a sequence of dynamic probability integral transforms, which is the key ingredient of Hong and Li's (2005) test. The proposed procedure is generally applicable whether or not the transition density of a continuous-time model has a closed form and is simple and computationally inexpensive. A Monte Carlo study shows that the proposed simulation test has very similar sizes and powers to the original Hong and Li's (2005) test. Furthermore, the performance of the simulation test is robust to the choice of the number of simulation iterations and the number of discretization steps between adjacent observations. In the second essay (with Yongmiao Hong), "A Specification Test for Stock Return Models," we propose a simulation-based specification testing method applicable to stochastic volatility models, based on Hong and Li (2005) and Johannes et al. (2008). We approximate a dynamic probability integral transform in Hong and Li' s (2005) density forecasting test, via the particle filters proposed by Johannes et al. (2008). With the proposed testing method, we conduct a comprehensive empirical study on some popular stock return models, such as the GARCH and stochastic volatility models, using the S&P 500 index returns. Our empirical analysis shows that all models are misspecified in terms of density forecast. Among models considered, however, the stochastic volatility models perform relatively well in both in- and out-of-sample. We also find that modeling the leverage effect provides a substantial improvement in the log stochastic volatility models. Our value-at-risk performance analysis results also support stochastic volatility models rather than GARCH models. In the third essay (with Yongmiao Hong), "Option Pricing and Density Forecast Performances of the Affine Jump Diffusion Models: the Role of Time-Varying Jump Risk Premia," we investigate out-of-sample option pricing and density forecast performances for the affine jump diffusion (AJD) models, using the S&P 500 stock index and the associated option contracts. In particular, we examine the role of time-varying jump risk premia in the AJD specifications. For comparison purposes, nonlinear asymmetric GARCH models are also considered. To evaluate density forecasting performances, we extend Hong and Li's (2005) specification testing method to be applicable to the famous AJD class of models, whether or not model-implied spot volatilities are available. For either case, we develop (i) the Fourier inversion of the closed-form conditional characteristic function and (ii) the Monte Carlo integration based on the particle filters proposed by Johannes et al. (2008). Our empirical analysis shows strong evidence in favor of time-varying jump risk premia in pricing cross-sectional options over time. However, for density forecasting performances, we could not find an AJD specification that successfully reconcile the dynamics implied by both time-series and options data.

In this work, we develop ML models that solve the associated problems with risk-premia measurement by decoupling risk-premia prediction into two independent tasks and by using ideas from Deep Learning literature that enables deep neural networks training. The models are tested robustly using different metrics where we observe that our model outperforms existing standard ML models. One another problem with ML models is their black-box nature. We also interpret the deep neural networks using local approximation based techniques that make the predictions explainable.

Using relative entropy minimization, this paper estimates factor risk premia with only no-arbitrage economic assumptions and without needing to estimate the factor loadings. The method proposed here is particularly useful when the factor model suffers from omitted variable bias, rendering classic Fama-MacBeth/GMM estimation infeasible. Asymptotics are derived and simulation exercises show that the accuracy of the method is comparable to, and frequently is higher than, leading techniques, even those designed explicitly to deal with omitted variables. Empirically, we find estimates of risk premia that are closer to those expected by financial economic theory, relative to estimates from classical estimation techniques. For example, we find that the risk premia on size, book-to-market, and momentum sorted portfolios are very close to the observed average excess returns of these portfolios. An exciting application of our methodology is to performance evaluation for active fund managers. We show that we are able to estimate a manager's "alpha" without specifying the manager's factor exposures.
