Book excerpt: One of the most dramatic and least studied policy changes of the past twenty years is the increased use of indexing—automatic adjustments for inflation—in federal programs. Currently, programs comprising more than one-third of the federal budget have indexing provisions. The growth of indexing is all the more remarkable since it appears to conflict with the electoral interests of most politicians. Without indexing, legislators can vote for popular increases in social security benefits, federal pay, and other programs during election years and claim credit with their constituents for doing so. Indexing tends to keep such votes off the agenda. Why would politicians renounce these credit-claiming opportunities instead of embracing them? R. Kent Weaver examines the reasons for the growth of indexing in federal programs and its consequences for current policy. He focuses on indexing debates in six policy areas: social security, food stamps, congressional pay, dairy price supports, the minimum wage, and federal income tax brackets. Weaver argues that to understand indexation policy—and policymaking in general—we must broaden our understanding of policymakers' motivations. They have often given up opportunities to claim credit because they are even more concerned with avoiding blame for unpopular decisions and outcomes. Politicians' efforts to avoid blame for unpopular actions not only have determined whether indexing proposals were adopted, but have also shaped the effects of indexing on programs where it was adopted. Weaver shows that the effects of indexing have varied substantially across programs, and he suggests guidelines for the future use of indexing in federal programs.

Departing from previous work on time-consistent policy, we study a structural model of the economy. Indexation reduces the cost of inflation, which is inflationary, and steepens the Phillips curve, which is anti-inflationary. In most cases, the net effect is to raise inflation but also to raise welfare: the loss from higher inflation is outweighed by the gain from greater protection against inflation.

Book excerpt: This paper reviews empirical evidence on the operation of the monetary transmission mechanism based on targeting of interest rates on indexed assets in the Chilean economy. The empirical evidence has two policy implications. First, interest rates on indexed assets do not fully reflect real interest rates because of imperfections of backward indexation magnified by the variability of monthly inflation. Second, while substantial adjustments to interest rates on indexed assets affect the cyclical position of output and inflation, there is no evidence of a stable, systematic relationship between these three variables. In contrast, money growth and unexpected inflation play a significant role in the transmission mechanism. This evidence calls for an eclectic approach to monetary policy. But that choice still matters. This article will highlight the practical significance of methodological choices made in the course of indexing inflation. It will focus on two different indexes of inflation in the United States: the Consumer Price Index (CPI) and the implicit price deflator of the gross domestic product (IPD). This article identifies a long-term gap in these competing indexes' measurement of inflation. To explain why the CPI appears to overstate inflation, relative to the IPD, by roughly two-thirds of a percentage point each year, this article more fully describes the distinct methodologies underlying the CPI and the IPD. Lawmakers should adopt the implicit price deflator of the GDP, or some other inflation index that shares its best methodological features, as the best practicable measure of real growth and price change in the national economy.
