In order to accelerate progress towards the Millennium Development Goals, the donor community is increasing aid flows while pushing for more coordination and tighter performance-based selectivity. However, these factors may increase the unpredictability of aid from current levels, which are already high enough to impose significant costs. Predictability is a particular challenge in the area of budget support, which will continue to increase in importance as aid is sought to underpin longer-term recurrent spending commitments. Budget support reduces transactions costs and drains on capacity, but it tends to be more vulnerable to fluctuations than multi-year project support. Poor predictability raises the threat of a low-level equilibrium: countries, budgeting prudently within a medium-term fiscal framework, will discount commitments; donors will see few funding gaps, so pledges will fall. With some countries discounting aid commitments in formulating budgets, some already see signs of this happening. To improve predictability, donors must extend their funding horizons. However, even if this can be done, several major issues will remain at country level. First, how can countries deal with residual short-run volatility of disbursements relative to commitments? Second, can donors lengthen commitment horizons to individual developing countries without excessive risk of misallocating aid? Third, within a country's overall aid envelope, how should donors set the shares of project aid and budget support? Finally, the paper considers the other main approach to budget support, the output or outcome-driven approach of the European Union. The paper concludes that many of these issues can be addressed. Simple spending and savings rules built around a buffer reserve fund of 2-4 months of imports can help smooth public spending. Aid can be pre-committed several years ahead with only small efficiency losses, using a strategy of "flexible pre-commitment." Guidelines can be set to limit the volatility of budget support while keeping it performance-based, and past experience can be used more systematically to develop "outcome" norms to better guide aid allocation.

It usually consists of a transfer of money and/or knowledge from developed to developing countries to support development efforts in a wide range of areas, such as infrastructure, governance, market reform, poverty reduction, education, health care, etc. It is a relatively young field in international relations, evolving after World War II with the Marshall Plan. The Marshall Plan was designed to help Western Europe recover and to establish democratic states based on market economy and to meet the Soviet communist threat. The success of the Marshall Plan led the United States to conclude that this concept could also be applied to other parts of the world, mainly to protect them from any communist tendencies, but also to reduce poverty. National security interests, however, were the leading motive for development cooperation during the Cold War. The American foreign aid policy continues to focus on national security interests up to today. Other donor countries, for example France and Great Britain, were supporting their former colonies, aiming at securing their commercial interests and maintaining access to natural resources. Only the Scandinavian countries (Denmark, Sweden and Norway) and the Netherlands placed humanitarian motives above security and commercial interests and aimed at eliminating poverty from the very beginning of their development cooperation. To achieve their diverse and varied goals, donor countries employed various strategies and repeatedly changed them to respond to their non-efficiency. Development strategies were also influenced by development theorists and varied from simply supplying developing countries with what they were missing (mainly capital) with the expectation that the benefits would trickle down to the poor, to structural adjustment programs demanding strict economical and fiscal policies. After the end of the Cold War, the demand for developing countries to display democratic principles was then added as a requirement for receiving aid. Yet none of these strategies has been able to close the global poverty gap.

These imply that, short of ending donors maximization of relative aid impact, agreements to better coordinate aid allocations are not implementable. Moreover, since policies to increase donor competition in terms of aid effectiveness risk reinforcing relativeness, they may well backfire, as any such reinforcement increases aid fragmentation.

Chapter 1 presents the role of monitoring procedures in improving the effectiveness of foreign aid. It analyzes how monitoring procedures influence the government's effort and improve the effectiveness of foreign aid. The chapter considers two cases, the case in which the donor has unrestricted aid budget and the case where the donor has a fixed aid budget. The main concern in this chapter is determining the optimal contract for the donor that maximizes the effectiveness of the aid given her aid budget when she dealing with aid-recipients in the presence of moral hazard problem. The model analyzes the monitoring procedures between two players, donor and recipient in a one-shot game. It assumes that the decision to monitor and the choice of the recipient's action are taken simultaneously. It suggests that with a fixed aid budget the donor is unlikely to invest heavily in monitoring cost and reward payment since the primary purpose of such aid is to help the poor in the recipient country. The reward payment which provides incentives for the recipient to work does indeed have a stronger effect on the likelihood of project success. It also shows that both the probability of monitoring and the optimal reward respond differently to change in monitoring cost. Chapter 2 studies the effect of aid-recipient governance on the allocation of foreign aid. It examines the hypothesis that better governance can reduce aid transaction cost which increases the assistance received by developing countries. The following questions were the main concern of this chapter, does better governance increase the amount of foreign aid delivered to developing countries? Do donors consider the levels of recipient's governance when they allocate their funding? The chapter adopts annual data on a group of 67 developing countries covering Africa, and South Asia for the period from 2003 to 2014. It shows a positive relationship between two of our six governance indicators and the quantity of foreign aid. In fact, only control of corruption and voice and accountability have statistically significant effect on the amount of aid. It also shows that control variables have important effect in the determinate of foreign aid expect GDP per capita. Chapter 3 studies the impact of aid-recipient governance on aggregate welfare in developing countries. It investigates whether the effect of foreign aid on human development depends on the level of governance in recipient countries. These relationships are explored in an econometric analysis, 2SLS estimation, of panel data for the period from 2003 to 2014 in a sample of 67 developing countries. Our hypothesis is that better governance provides a better environment for foreign aid donor to achieve their goals. The main findings show that aid has a positive impact on human development only when it interacts with two out of the six indicators of governance: control of corruption and political stability. Aid by itself and military expenditures have a negative impact on the human development index.

This paper looks at what the cross-country aid effectiveness literature and World Bank Operations Evaluation Department reviews have suggested about effective aid, first in terms of promoting income growth, and then for promoting other goals. This review forms the basis for a discussion of recommendations to improve aid effectiveness and a discussion of effective aid allocation. Given the multiple potential objectives for aid, there is no one right answer. However, it appears that there are a number of reforms to aid practices and distribution that might help to deliver a more significant return to aid resources. We should provide aid where institutions are already strong, where they can be strengthened with the help of donor resources, or where they can be bypassed with limited damage to existing institutional capacity. The importance of institutions to aid outcomes, as well as the fungibility of aid flows, suggests that programmatic aid should be expanded in countries with strong institutions, while project aid should be supported based on its ability to transfer knowledge and test new practices and support global public good provision rather than (merely) as a tool of financial resource transfer. The importance of institutions also suggests that we should be cautious in our expectations regarding the results of increased aid flows.
